It is wise to know what a Forex spread is one of the primary costs a trader inherits in the business of trading fiat currencies. To get a better understanding of the Forex spread and how it impacts your approach to trading on the foreign exchange markets, let’s first define what it actually is. Then we’ll dive into the finer details of the matter; such as how a forex spread works, how to calculate and mitigate costs, and how to be on the lookout for changes in spreads to minimize your risks and put you in the best possible position to succeed as an up-and-coming Forex trader.

What is a Spread in Forex?

Almost all Forex Exchange Markets have a spread. The spread is the difference between the “bid” and “ask” price of a base fiat currency. As a trader, you will pay a premium price to the broker, in this case the online trading platform of choice, to execute a trade.

Although most FX platforms advertise free trading or a zero-commision fee to their subscribed users, the reality is that the price of trading is built-in to the spread of any given trade that you execute. If you wanted to sell the currency back immediately after you buy it, you will have to forfeit the cost you paid in the spread unless the currency you hold appreciates in price instantly (which is unlikely to happen but not impossible). Below is an example of how you would calculate the percentage spread in a given trade. To understand why you would inherit a loss if you chose to immediately sell the fiat currency after you had bought it, let’s provide a simple analogy to help you visualize this concept a bit better.

Imagine one day you decide to go to a motorcycle dealership to get yourself a brand spanking new bike. The bike costs $10,000 and you pay the full cost to drive it out the door. The dealership takes the $10,000 you paid them and uses that money to pay for their internal costs. They have to pay for the inventory which is the bike, which is $5,000. Then they also have to pay the sales employee that helped you with your purchase as well as overhead that may include things like warehousing their inventory, utility bills, etc.

Now imagine after you drive away with your new bike that you no longer like it and decide to sell it back to the dealership. Will they give you the price you paid for it back? Highly unlikely. Instead they will only give you $5,000 back, because they already used a portion of your money to pay the salesman his or her salary, the landlord their rent, and so on.

Same goes for the Forex trading platform that you use except in this case the landlord is the server that the Forex brokerage uses to communicate with the world on the buy and sell orders that you place, and the salesman is the profit the platform takes for keeping their proverbial lights on to continue operating their arbitrage business.

What Determines a Spread?

The factors that determine how large or small the spread on a given currency pair will be are liquidity, volume, and volatility. The more buyers and sellers that participate in the trading of a given currency pair will ultimately impact the spread of that pair. This is because when more buyers and sellers participate in the trading of a pair, there will be more bids and offers in an actively traded pair.

Therefore the brokerage may discount the cost per trade via the spread since the volume traded will be greater, thus the total revenue for the pair will increase. Further, the brokerage may hope to stimulate more volume traded by offering a more attractive spread.

Volatility also plays a large role in the cost of a spread because with more volatility, the pair becomes more desirable for day-traders, which in-turn impacts the liquidity and volume of trades of a particular currency. However volatility on a less actively traded pair will have an opposite effect. For example, there may be large volatility on a pair with low volume traded. Since brokerages must offset their risk from orders taken in with an exchange or bank, they must account for this risk within the spread.

On a low activity pair, with high volatility, the price may move significantly in mere seconds. If the brokerage takes an order, they stand to incur a loss if that pair should move substantially before they are able to offset their own risk at a counterparty. By building in a larger spread, the brokerage effectively mitigates the short term volatility risk, as now they can absorb a movement in the market prior to their risk mitigation without taking a loss on the order.

Example Spreads Calculation

Each Forex trade that happens on a platform always includes two currencies which is called a currency trading pair. Our example will use the U.S. dollar (USD) and the Australian dollar (AUD) to calculate a sample spread cost. Let’s say the AUD is worth 0.7 that of the USD, so for every USD you have 0.7 AUD. You believe that the AUD will appreciate by 0.1 to 0.8 against the dollar so you place a buy order for 10 units of AUD.

The nearest quoted ask-price for 1 AUD is 0.74 USD, so you place your order. The AUD seller on the other side of the trade may have a bid-price posted at .72 USD. In this case the spread will be calculated as (0.74-0.72 USD) x 10, or 0.20 USD for 10 units.

How to Mitigate Your Spread Cost

There are a total of two methods that you can exploit to minimize your trading spread cost, and they both result in the fact that as a trader, you’re looking for high-volume trading pairs. The first suggestion is that you should seek to trade during the most favorable trading hours, when there are many buy and sell orders being placed in the market. Below is a list of the most favorable trading times on average.

The second suggestion is that you should try to avoid trading low-volume currency pairs and stick with highly-traded pairs such as the USD/AUD pair. Market makers are always competing for business, so if you’re trading low volume pairs you can expect there to be a minimal amount of brokers and less competition will make for wider spreads, impacting your bottom-line.
