Forex Indicators Explained

While trading currencies using only fundamentals can prove successful to some, the most experienced of Forex day-traders use technical analysis with the assistance of indicators in an attempt to forecast and predict the future price performance of a traded currency pair. There are many useful indicators veteran traders and analysts have discovered and popularized in the past several decades that you too can begin incorporating in your trading portfolio right away.

Before you begin, however, it would be a wise move to do your own due diligence and research on the different types of technical indicators available to you, and have a compiled list at the ready of the most beneficial indicators that traders around the world use to leverage their trading position. What is a Forex indicator?

Before we give you the full list of indicators to look for in order to bolster your trading hand, let us first define what a Forex indicator is. Forex indicators typically consist of mathematical equations and are calculated using variables from the currency pair’s historical or present day statistical data such as the exchange rate, the spread, volume, and liquidity in tandem with asset holder interest (fundamentals).

While fundamentals help tell traders how a currency pair may perform mid to long-term and is open to subjective assessment, a technical analysis based on stringent indicators will help eliminate subjective bias out of the trader’s equation, providing for a more objective overview of potential short-term activity of the currency pair in question.

What makes for a prudent indicator?

Not all Forex indicators are created equal, and it’s the traders responsibility to know as to which indicator to use and at what time. Some indicators are used in a more broad sense and may apply to most trades executed in a given day, while other indicators may be used in specific circumstances based on the situation that the trader finds themselves in.

Generally speaking, a prudent indicator will be one that has broad applicability to differing currency pairs, provides for clear and concise trading signals that can be used in a moment’s notice to trade against, and offers useful information that is hyper relevant to traders who are looking to predict the future price movement of a given currency pair.

As promised, we have compiled a list below in alphabetical order of the top-most common and popular Forex indicators and what they look like in practice that span the gamut of technical analysis.

Bollinger Bands

Bollinger Band Example

The bollinger bands were created by a man named John Bollinger and at first glance may be a complicated indicator for some, but in simple terms they break down into a moving average that we’ll cover later on in the article, as well as upper and lower volatility bands. So what we have is a moving average, for example let’s take a 20-day moving average. We then we have 2 trading bands placed around the moving average and these are called the bollinger bands. The bollinger bands will typically be placed two standard deviations away from each other above and below the 20-day moving average.

The idea of using this statistical concept of standard deviations is to describe how prices are dispersed around an average value. Two standard deviations is designed in such a way that guarantees that 90-95% of the price data will fall between the upper and lower bollinger band.

CCI Indicator

The CCI indicator, originally discovered by Donald Lambert, is a momentum driven indicator that is categorized under the parent group of oscillator indicators. The CCI oscillator typically oscillates between several levels that include the +100 and -100, 0, as well as the +200 and -200. The aforementioned levels are often used as the over-purchased and over-divested levels. Donald Lambert originally used the extreme readings of +100 or -100 as signs of a strong or weak market. Mr. Lambert then looked to establish a trading position in the direction of the general trend. So while over-purchased and over-divested levels are not the intention of the CCI indicator, a lot of day-traders use those market conditions as the basis for their trading strategy.

Like other trading indicators, the CCI indicator has a few variables that you can change depending on the strategy that you’re using. For example the first variable, which is the look-back period is typically set at 14 and 20. Another variable is the price source. Most indicators use the source price, while the CCI uses the average price of 3 price values; (the high + the low + the close) / 3. To calculate the CCI, we’ll use the following formula: CCI = (typical price – 14 period SMA of typical price) / (0.015 X mean deviation) where the typical price setting is (high + low + close) / 3.

Exponential Moving Average (EMA)

Exponential moving averages are the second most widely used technical indicator when it comes to moving averages and Forex charts. Exponential moving averages give more weight to the most recent prices and are factored in by applying a percentage of today’s recent average closing price to yesterday’s exponential moving average (EMA). While simple moving averages look at all data identically, the exponential moving average will apply a higher weight to the most recent market movements.

The real advantage of using an EMA over an SMA is that it is able to pick up short-term volatility moves quicker. A typical short term moving average is ranges from 5 to 25 days, a mid-term moving average ranges from 25 to 100 days, and a long-term moving average from 100 to 250 days.

Fibonacci Retracements

In the 11th century, mathematician Leonardo Pisano Bigollo came up with the Fibonacci sequence, which is a mathematical pattern that can be observed to occur almost everywhere in nature. Many day-traders believe that the same sequence of numbers, this pattern, can also be found to permeate the Forex trading market.

Fibonacci retracements are short-term price corrections during an overall larger, upward or downward movement and will rise and fall between various support and resistance lines. One of the main benefits of day-trading using Fibonacci retracement techniques is that they provide a potential possibility to profit by entering and exiting trades in the original direction of the trend at much better prices.

MACD Indicator

The MACD indicator is a quick way of seeing moving average convergence and divergence (MACD). The MACD is a momentum indicator, which means it hints at the general direction of the trend of the exchange rate. There are several parts to the MACD indicator; the MACD line, the signal line, and the histogram and all three you have to pay close attention to as you enter and exit trades. The MACD line is a 12-day exponential moving average subtracted by the 26-day exponential moving average. This provides you with the short to medium-term trend of the price fluctuations. The signal line is the 9-day exponential moving average of the MACD line. Essentially the signal line becomes a smoothed-out, less turbulent version of the MACD line.

To put it very simply, day-traders who use the MACD indicator can use it as a buy or sell signal. It may not work 100% of the time, but typically the way this works is when the MACD line crosses above the signal line you buy, and when the MACD line crosses below the signal line you sell.

Momentum Indicators

The momentum indicator falls into the family of indicators that are commonly referred to as oscillators. Momentum indicators are important because often time momentum will precede the exchange rate of a given currency pair. Momentum indicators measure the amount the price of a given currency pair changes over time – the speed and frequency of change at which the price rises or falls. A market where the price differential is changing with a larger price gap during the time-frame on the indicator, we would consider that to be increasing momentum. So if the price is changing in smaller increments we would consider the momentum to be declining.

Relative Strength Index Indicator (RSI)

The relative strength index indicator, also commonly known as the RSI is a momentum indicator. When we’re looking for a momentum trend in a trading pattern, what we’re really looking for is sustained energy.

A good comparison by analogy would be to think of a train heading down railroad tracks. The train has built a lot of momentum and even if it slammed on its breaks, its momentum would continue to carry it forward for some time. Similarly, if a trading pair has built a lot of positive upward momentum, even if traders began liquidating their trading hand immediately, the currency wouldn’t decrease in price nearly as fast as a currency that has little to no momentum.

In a fast moving market like Forex, you will find that the price may be surging up only to plummet moments later before surging up again, drastically increasing the potential for false trading signals.
