If you have been researching cryptocurrencies for a while, the term compound might have crossed your path. It's a blockchain protocol where you can borrow and lend cryptocurrency through the decentralised finance(Defi) system. The protocol focuses on financial services, especially crypto lending and borrowing.
This system is supported by Ethereum's blockchain, where cryptocurrencies and dApps are connected in the smart contracts. It conducts payments with cryptocurrencies through a blockchain. You don't need a bank for validation to transfer cryptocurrencies to your friends or relatives. The independent nodes would validate transactions instead of any centralised authority or intermediary.
Blockchain technology broadens the service coverage aside from making payments. These include borrowing & lending, savings, accounting, taxes, and even insurance. Many governments are now pursuing Central Bank Digital Currency(CBDC), a digital form of fiat currency issued and controlled by the central bank using blockchain technology. However, Defi uses cryptocurrencies, and blockchain technology aims to decentralise a complete range of financial services.
Ethereum works as a fundamental platform that supports today's DeFI development, including Compound, but it caters to diverse cryptocurrencies accommodated in the blockchain-based borrowing and lending services. Not all cryptocurrencies are now available as Compound, but you can expect the ones running on the network like Ether, USD Coin, Dai, Tether, Ox, Basic Attention Token, Wrapped BTC, Sai, and Augur. Crypto owners of those coins can borrow and lend coins instantly. No centralised authority or validating intermediary is involved, so you can expect express transactions.
Compound protocol allows you to lend, transfer, deposit, and lock on the mentioned crypto funds. You can lock your crypto funds in with Compound, just like storing your fiat money in your bank saving accounts, except that it's in the blockchain network. You use the Compound wallet or crypto wallet to receive, store, and transfer your coins. These wallets are the safest place for crypto owners to hold their digital assets. If you lend your crypto through Compound protocol, you'd also earn interests based on the particular underlying cryptocurrencies. The protocol hosts a smart contract, that the collective pool where lent cryptocurrencies from around the world, are added into.
Anyone with a crypto wallet can borrow cryptocurrencies through compound protocol without complex procedures like when applying for credits at banks. The protocol itself would assess your crypto asset quality and determine how much crypto funds you can borrow. The collateral factor or borrowing limit is at 50% of your total crypto assets, and you'd undoubtedly have to pay for interests. The compound protocol itself isn't an intermediary or centralised authority, so the process would be straightforward.
Once the crypto is locked with Compound, you'd obtain compound tokens or CTokens that are ERC-20 tokens from Ethereum. You can transfer, trade, and program CTokens through the Defi ecosystem, where the control is similar to other tokens created in the Ethereum blockchain. In the meantime, you'd also pay for or earn interests. The interest rate is subject to real-time market price fluctuation of the borrowed or lent crypto annual interest rates. If you lend crypto, your CTokens will increase in value every 15 seconds or as the block in the network has been mined.
The interest rate would also be determined by the size of the pool. The larger pools typically have lower interest rates than smaller pools. When you've locked the crypto as collateral, the smart contract will close the position as the crypto value is dropping to the level of the borrowed CTokens. The margin call in the Compound protocol would make you lose the collateral even though you can keep the borrowed funds.
Compound protocol has the governance token called COMP distributed every time the one block is mined in the Ethereum network proportional to the assets interest rates. The governance token would eliminate the need for so-called Compound centralised authority to validate the distributions. The interesting part starts here where the changes of protocols can be proposed by COMP owners with at least one per cent of the total supply. As the protocol change has been approved after three days of voting, there would be a couple of days before it goes into effect. In the meantime, other owners can close open positions.
In general, the Compound protocol is self-governed regarding protocol and operation in the Defi ecosystem. It allows the crypto owners to borrow and lend crypto instantly through the blockchain without centralised financial authority.
