Fundamentally speaking a Forex margin trading account allows day-traders to borrow money in order to amplify their potential return on investment. Day-traders will typically use margin accounts when they wish to invest in a traded currency pair using the added benefit of leveraged, borrowed cash in order to control a greater position in the market that they otherwise would be unable to do so with their own money.

Margin accounts will typically be owned and operated by intermediary brokers that work between the investor (you) and the Forex trading platform. Trading Forex on Margin With the Assistance of a Calculator

To get started trading the Forex market on margin, you must first sign-up and be in good standing with your Forex platform of choice. Once you find your preferred trading broker, go ahead and set up a margin account with them. Brokers will typically have some preliminary requirements to allow you to trade on margin. You’ll likely need to develop a good reputation with the broker so that when they give you a short-term margin loan, they know there’s a high probability chance that you’ll be able to pay it back. When vetting new margin trading applicants, brokers will look for things like how long you’ve already been trading on their platform and what your trading history is like.For example they’ll check to see if you are a profitable day-trader or a trader that tends to trade for a loss.

You need to remember that by opening a Forex margin trading account, you will be asking the broker and their lending intermediary for short-term loans. In most common circumstances, the loan is equal to the amount of how much you bid on the asking price less the amount of your own personal capital that you choose to use. The loan is ultimately determined by the amount of leverage that the trader is able to take on.

Calculating pips and leverage value

The majority of Forex brokers offer a large leverage ratio when compared to other equity markets such as stocks, bonds, etc. This simply means that if you decide that you want to trade on margin, most Forex platforms will require a minimal amount of on-hand cash to begin trading.

Each margin Forex day-trading account has predetermined lots and a specific amount of pip units. The lot factor is the minimum quantity of a currency that can be traded and a pip is the smallest amount a particular currency price can change. Normally, on most Forex trading platforms a lot will be worth $100,000 and a pip, the smallest amount by which a currency can fluctuate is factored in the amount of $0.0001 for most dollar based currency trading pairs. This pip value is the most common and used for nearly all currency trading pairs. It’s important to mention that the pip value is static, and does not change with the amount of leverage that is employed in a margin trading account. You’ll find that most modern day Forex brokers will offer day-traders a 100:1 leverage. This simply means that for every $100 dollar transaction, your Forex broker will require you to have a minimum of $1 in your account. This is great, because the potential for making enormous and profitable gains can be readily achieved given that you’ll need a minimum budget to actually employ your top-of-the-line trading strategies.

Margin and Leverage in Forex

Let’s calculate an example using pips and the trading capacity you’ll be able to attain if the Forex broker gives you a 100:1 leverage. For this example we will set our standard lot size to $100,000 / lot. This means that our pip value will be $10 because $100,000 multiplied by 0.0001 equals $10. If your account holdings equal a mere $1,000 and you have a leverage of 100:1, then the Forex broker will be able to provide you with a short-term trading loan of $100,000 because $1,000 dollars (amount of cash you have on hand to trade with) multiplied by 100 (the leverage margin your broker has enabled for your account) will equal $100,000.

As such, leverage is the total amount of money you can use to trade with as a result of borrowing Forex investment capital. The more leveraged you are, the riskier you market position is in comparison to a non-margin traded Forex account. A trade loss of just a few pips could potentially wipe out your entire account. For example it would be super risky to use your entire $100,000 in a single trade because if you lose 100 pips in that trade and each pip is worth $10, then you will stand to lose the entire amount of actual capital you personally own, which is $1,000. Here is what the calculation actually looks like in its raw form.

Required Margin = Trade Size / Leverage X Account Currency Exchange Rate

Let’s see what a real world example margin trade would actually look like. Remember that the value of each pip is the final quoted or ask price, not the base price. Let’s say we want to buy 5 lots (100,000 units per lot), using our preset leverage of 100:1 of the EUR/USD traded currency pair that has an exchange rate of 1.365 (EUR/USD). Using the formula shown above, your required margin would 500,000 / 100 x 1.365 or a total required amount of cash on-hand totaling $6,825.00 USD.

Margin Forex Bottom-line

When you increase the amount of leverage that you request from your Forex broker, you’re also thereby increasing the amount of volatility because small changes in pip value will give rise to larger fluctuations in your total account value. While the downside to trading on leveraged margin is greater risk and bigger potential losses, the obvious upside is that you can walk away with much larger profits in the event that the trading strategies you employ provide a positive and profitable yield to your Forex trading account.
