Foreign Exchange Spread Calculator

We have created a Foreign Exchange Spread calculator for traders. Understanding the value of your pip is essential when managing risk. The Foreign Exchange Spread Calculator will help you calculate the value of a pip based on your currency pair and trading size in lots.

How the Forex Spread Calculator Works

Spread % = (ask price - Bid price) / ask price x 100

  1. Input the Ask price
  2. Input the Bid price
  • 0 %

It’s very crucial to know what a foreign currency exchange spread is as it is one of the greater costs that a day-trader inherits in the world of trading fiat-based currencies.

To attain a better handle on the Forex spread and to know how it impacts your approach to trading the Forex exchange markets, let’s begin by first defining the forex spread is in actuality. We will then go ahead and dive into the more granular details of the matter at hand; topics that include how a forex spread works, how to calculate and control your spread costs, and how to best prioritize your observance of changes in spreads in order to minimize your risks and maximize your profits.

Leveraging and Applying the Forex Spread Calculator

It’s not a secret that nearly all Forex Exchange Markets have a spread component to them. Simply speaking, the spread is the difference that the day-trader pays that is between the “bid” and “ask” price of a Forex traded currency pair. As a day-trader, you are going to pay a premium price to the forex broker or platform to successfully execute trades for you.

Although most Forex platforms advertise free trading options and zero-commision fees to their active day-trading users, in reality the price of trading is plugged into the spread of the trades that you will be trading. If you want to trade the currency back immediately after you buy it, you are free to do so but you will not be reimbursed the cost you paid, which is the spread unless the currency you hold ascends in price nearly instantly (low probability chance of this happening). Here’s an example of how one goes about calculating the percentage spread in a typical Forex trade. To get a further better understanding of exactly why you would absorb a loss if you chose to immediately sell the currency pair right after you had initially bought it, is to provide a relatively simple analogy by example which should help you visualize this concept a bit better.

Forex Spread Calculator

One day you’ve decivded you want to go out shopping and go to a motorcycle dealership where you go buy a new motor bike. Let’s say for example the bike costs $20,000, so you go ahead and pay the full cost to get it out the door. The dealership will then go ahead and take the $20,000 you handed over to them and use that cash to pay for their internal company expenditures.

In order to keep the lights on and running in their business, they will have to pay for the inventory which is the motorcycle you just bought, which is $10,000. They must also pay the sales employee that assisted you with the purchase as well as other miscellaneous overhead expenses that include things like inventory storage, utility bills, and so on. After you drive your new motorcycle out the front door, you then decide you no longer like the bike and decide to sell it back to the dealership.

The question is will they give you the same amount of cash back that you initially paid for it? That is highly unlikely. Instead the dealership give you $5,000 in exchange for the now used motorcycle you purchase from them, because they already paid a significant fortune of the funds you gave them in exchange for the motorcycle to pay their business expenses.

The same concept can be applied to the Forex trading platforms that you use except in this analogy as the landlord acts as the server with which Forex brokerage use to connect the global day-traders, and the salesman is the profit the platform need to make to keep their proverbial lights on to continue operating their lucrative businesses.

How is a Forex spread determined?

There are a number of crucial factors that will indicate how large or small the spread on any given currency pair may be and they are liquidity, volume, and volatility. The more buyers and sellers that participate in the trading of a given currency pair will ultimately impact the spread of that pair. This is because when more buyers and sellers participate in the trading of a pair, there will be more bids and offers in an actively traded pair. Therefore the brokerage may discount the cost per trade via the spread since the volume traded will be greater, thus the total revenue for the pair will increase. Further, the brokerage may hope to stimulate more volume traded by offering a more attractive spread.

Volatility also plays a large role in the cost of a spread because with more volatility, the pair becomes more desirable for day-traders, which in-turn impacts the liquidity and volume of trades of a particular currency. However volatility on a less actively traded pair will have an opposite effect. For example, there may be large volatility on a pair with low volume traded. Since brokerages must offset their risk from orders taken in with an exchange or bank, they must account for this risk within the spread.

On a low activity pair, with high volatility, the price may move significantly in mere seconds. If the brokerage takes an order, they stand to incur a loss if that pair should move substantially before they are able to offset their own risk at a counterparty. By building in a larger spread, the brokerage effectively mitigates the short term volatility risk, as now they can absorb a movement in the market prior to their risk mitigation without taking a loss on the order.

Forex spread example calculation

Every trade that occurs on a Forex trading platform will always include two traded currencies also known as a pair. Let’s take the British Pound (GBP) and the Japanese Yen (JPY) as a prime calculation example to calculate a sample spread cost that a potential day-trader might inherit for executing one trade. Let’s say the GBP is worth 140 Japanese Yen. You believe that the JPY will appreciate by 5 to 145 against the dollar so you place a buy order for 10 units of JPY.

The closest ask-price for 1 GBP is 142 JPY, so you then proceed to place your order. Meanwhile the JPY seller on the other side of the table may have a bid priced at 143. In this case the spread will be calculated as (143-142 YEN) x 10, or 1 Yen for 10 units.

You can also search the internet for various Forex spread calculators that will further assist you in performing simple calculations that will go a long way in putting you in the best possible position to minimize trading costs and maximize profits.
