How is a Forex spread determined?

There are a number of crucial factors that will indicate how large or small the spread on any given currency pair may be and they are liquidity, volume, and volatility. The more buyers and sellers that participate in the trading of a given currency pair will ultimately impact the spread of that pair. This is because when more buyers and sellers participate in the trading of a pair, there will be more bids and offers in an actively traded pair. Therefore the brokerage may discount the cost per trade via the spread since the volume traded will be greater, thus the total revenue for the pair will increase. Further, the brokerage may hope to stimulate more volume traded by offering a more attractive spread.

Volatility also plays a large role in the cost of a spread because with more volatility, the pair becomes more desirable for day-traders, which in-turn impacts the liquidity and volume of trades of a particular currency. However volatility on a less actively traded pair will have an opposite effect. For example, there may be large volatility on a pair with low volume traded. Since brokerages must offset their risk from orders taken in with an exchange or bank, they must account for this risk within the spread.

On a low activity pair, with high volatility, the price may move significantly in mere seconds. If the brokerage takes an order, they stand to incur a loss if that pair should move substantially before they are able to offset their own risk at a counterparty. By building in a larger spread, the brokerage effectively mitigates the short term volatility risk, as now they can absorb a movement in the market prior to their risk mitigation without taking a loss on the order.

Forex spread example calculation

Every trade that occurs on a Forex trading platform will always include two traded currencies also known as a pair. Let’s take the British Pound (GBP) and the Japanese Yen (JPY) as a prime calculation example to calculate a sample spread cost that a potential day-trader might inherit for executing one trade. Let’s say the GBP is worth 140 Japanese Yen. You believe that the JPY will appreciate by 5 to 145 against the dollar so you place a buy order for 10 units of JPY.

The closest ask-price for 1 GBP is 142 JPY, so you then proceed to place your order. Meanwhile the JPY seller on the other side of the table may have a bid priced at 143. In this case the spread will be calculated as (143-142 YEN) x 10, or 1 Yen for 10 units.
