In recent years quality and growth stocks have outperformed and are equipped with value. This has become the defining feature of most markets. The first time such significant outperformance was noticed was in the year 2020. It continued at the beginning of 2021 too. The same is being expected while we move ahead to the end of the present economic cycle.
In this article titled Vulnerable Stocks, we will have a look at these defining situations in the market, in which the value-based stocks are performing below the level of quality and growth style stocks.
It is always good to note that the value stocks tend to vary more towards the end of the economic cycle and this means the earnings of such stocks are less predictable. The feature is wider when the world economy slows down.
More visible earnings are witnessed with growth stocks and it is found that the market is paying more to such stocks in every higher share price form.
If the longevity of such an economic cycle is understood, it is not surprising to see the growth style stocks have continued with the outperforming attitude. With such a phase ongoing, investors keep on wondering whether the economy may further weaken.
However, most investors believe some other factors are also driving forces behind the situation. In the past couple of years, passive money has been hugely invested into the stock markets. The passive money is forming momentum trade, which means the investment is targeted and only goes to the well-performing companies. This further provides more weight to the given index.
The so-called momentum trade can be a reason to worry in the medium term as the investments are made without solid regard to the underlying fundamentals of the companies.
Even though the earnings profile is highly volatile, it is important to remember that the value is cheap and cannot be ignored. Once this is thought through, the value stocks start performing better.
h3>Vulnerable Stocks EconomyWhen investors start witnessing that the underlying economy is slowing down, they may start looking towards such stocks that can provide earnings recovery. This will happen when the value element in the market can start to recover.
In the early market, the divergence of value is comparatively significant to the quality and growth. It has been found more acute in the European market. With respect to the world market, the quality has been seen outperforming the value by about 5 percent per annum in the period of the past five years. This means the market is at extreme levels if considered valuation differential.
Such outperformance in fact reveals that the growth stocks are vulnerable if the risk-off environment is seen. Nervous investors move from higher-risk assets to safe bonds. Hense, risk-off trade is found in such highly-rated growth and quality stocks, particularly if the companies start missing the earnings forecasts.
It is to note here that the risk-off environment may turn out to be negative for the overall stock market. It is believed that the elevated valuations of growth and quality stocks may mean the areas would be negatively affected. Moreover, the value stocks may perform better.
The US stocks rebounded on May 5th showing solid earnings results. The Dow Jones Industrial Average was pushed to a record high due to economic optimism. The blue-chip Dow growth was 0.3 percent at 97.31 points to 34,230.34 - it was a record closing high of course.
Similarly, the S&P 500 was up by 0.1 percent to 4,167.59, but the Nasdaq Composite dropped by 0.4 percent to 13,582.42. Facebook, Netflix and Amazon dipped by over 1 percent.
The shares of General Motors rose by 4 percent after the earnings were higher than past expectations. Following the strong results, Activision Blizzard climbed by 3 percent.
The commodity stocks were also traded higher and the biggest gainers were Materials Select Sector SPDR and Energy Select Sector SPDR. Dow and Chevron gained in the Dow Jones Industrial Average. ConocoPhillips gained over 5 percent and the reason was its upgrade to buy from Bank of America.
