Types of CFD Guide

Analysis by Andrew Blumer, Updated Last updated - March 26, 2024

Types of CFD

In this CFD guide, we will have a look at the types of CFD and which CFD is best for a trader.

CFD Markets

CFD trading is one of the best ways to make money with low capital and it is not limited to just one or two financial instruments. It is made available with a plethora of instruments. It does, however, rely on the access of underlying market price feeds of a CFD provider or broker. Below are the main CFD markets:

Share CFDs

When discussing types of CFD the first financial instrument that comes to mind is shares. CFD shares are the most traded in the industry. Investors who trade in shares get the same feel when trading in CFD shares. However, the two have important differences. When investing in a share CFD you do not own any underlying assets. A share CFD is a contract with the broker that a specific share price will go up or down. Share CFDs allow traders to trade with leverage. This means although traders can trade more than there deposited amount and make huge profits. If a share CFD trade does not go in your favour you may lose more than your deposited amount. Understand these differences before trading CFD shares.

Forex CFDs

Along with Shares Forex CFDs are incredibly popular among traders. Forex is actually the worlds most liquid financial market so CFD trading was bound to find its way to the Forex and currency markets.

Just as other CFDs traders can speculate of the rise and fall of world currency prices. As Currency prices a highly volitile this is suited more to short term traders. Make sure you understand the risks of Forex CFD trading before trading.

Index CFD

Index CFDs are related to how a specific index performs. Based on the performance investors prefer tied up CFDs to take the advantage of the high leverage. Such investment is also attractive due to high volatility and liquidity. Volatility leads to a greater profit, but it is also of a high-risk nature.

The popular indices in today's markets are NASDAQ, Dow Jones, London Stock Exchange, Japan's Nikkei and Australian Stock Exchange.

The pros of index CFD are low margin, high trading volume, low trading cost, international market access and high leverage.

Commodity CFD

The third types of CFD is commodities, which are physical assets and are demanded on the financial markets like rice and oil. These are of two types. One is hard commodities and the other is soft commodities. The hard one is mined and the soft is grown. The common commodities which are traded include corn, precious metals, soya beans, gasoline, wheat, heating oil and crude.

Trading commodities is complicated due to differences in lot sizes, expiry date and different exchanges dealing with these. Trading commodity CFDs are less complex and require a low trading costs. Make sure you understand that as with all CFDs you do not own any underlying assets.

Treasury CFDs

This is related to treasury notes. The common trades include the US Treasury Notes, US Bonds, Australian Treasury Bonds and Euro-Bund.

Sector CFD

Many do not realise that a declining economy can help a trader to earn a profit. It is possible with CFD. A trader can understand the overall economic scenario with a sector CFD. It is less volatile but the spread is comparatively greater.

Inflation CFD

CFD is a beautiful financial instrument and a trader can even build up wealth with it during the inflation period. However, the liquidity here is low, unlike other CFDs.

The spread in inflation CFD is about 0.1. The margin is 5%. A trader can go for long or short on it.

It is also to note that the inflation CFD is used as a hedge in order to avoid large losses.

Carbon Trading CFD

In other types of CFDs, this is the latest entry. It is political as well as volatile. It is on trading on emission values. Traders can trade CFDs on future Carbon Emission values. If the performance is improved, one can sell out the excess gas permits to others. Money is made from reducing emissions in this market.

In recent years the price of such emissions was between 8 euros and 30 euros per ton. Lately, Saxo Bank launched a Contract for Difference based on such emissions futures. The minimum trade volume required here is 25 tons. The margin is 10% but is hard to predict.

Types of CFD Verdict

There are more than one types of CFD. Many newcomers may have the belief that CFD just means shares CFD. However, this is incorrect and we have tried to understand the same in this article.

Even though share CFDs are most common, the other types of CFD include index CFD, commodity CFD, treasury CFD, sector CFD, inflation CFD and carbon trading CFD.

The index CFD is better than the share CFD as it follows the performance of indexes like Dow Jones, NASDAQ, Nikkei, London Stock Exchange and Australian Stock Exchange.

Carbon trading CFD is the latest entry and is veryinteresting. It is related to carbon pollution.

Traders who are interested to trade through a CFD need to understand that it is a high leverage instrument and hence both profit and loss is magnified. However, only a low capital is required to open a position.
