Before venturing into the world of trading, it is important to understand the risks that you may come across. These risks are broadly characterised by trading risks, investment risks, and market risks. In this article, titled 'Trading Risks', we will discuss all three categories.

Trading Risks

Trading risks rise in conjunction with an increase in an investor's volume of trading. Trading risks are higher for those who are swing traders and day traders. However, all traders should be aware of the risks associated with such strategies, which are detailed below:

Slippage Risk

One of the primary risk factor with investments is hidden costs. One's account balance will dwindle when opening and closing a financial position. Traders buy at the asking price, and sell at the bid price which is expected to be comparatively higher. However, often the bid price is less, so traders mitigate this problem by using limit orders. This bars the order to get filled. Although trading amounts are individually small, they can increase with a large trading volume.

Poor Execution Risk

If a broker fails to fill an order on a trader's behalf, this can lead to problems. A late order could be due to factors such as poor availability of stock, absence of counterparts, or fast market conditions. Therefore, an expected price will sometimes not be met. This issue can be mitigated by using a limit order, but risks still arise with stock trades through limit prices.

Gap Risk

A break in trading results in gap risk. If a stock closes at $25 for the day, and opens at $20 the next day, a stop order will come into effect if a trader planned to exit at $24. Such a price gap can occur frequently.

Investment Risks

This is directly reciprocated by an investment and managing the entry and exit of positions.

Opportunity Risk

This involves balancing trade-offs. If a trader's money is invested in one stock, they might lose the opportunity of buying something else that is performing better with that same money. The other opportunities are therefore missed.

Concentration Risk

Putting too many eggs in one basket can lead to concentration risk. A traders might believe that they have found a hot stock, and invest a huge portion of their capital into it. This risks losing all their money, which is a huge portion of their overall capital.

Marketability Risk

This is liquidity risk. If a trader is not able to sell an asset easily, it could be considered a marketability risk. It is therefore advised that investors choose stocks which can be easily sold whenever they require.

Currency Translation Risk

If there are disparities between the stocks of overseas companies, that indicates there may be risks associated with currency translation. When a trader deals in foreign stocks, they might be concerned about fluctuations between the value of one currency compared to another. Traders might incur a loss even if stock price increases due to the fact that the value of the currency they are trading in has decreased.
