New or inexperienced traders can have difficulty understanding the difference between the terms such as ticks, pips, and points. In the trading world, these terms are used to measure the price of a financial asset. Besides the use of these terms in calculations, it can also be used to measure the stop-loss, take-profit, risk-reward ratio, and several other calculations.
The term point is commonly used in the stock markets worldwide. Depending on the currency used to denominate an asset or index, one unit of that currency can represent one point. In the case of the US dollar, as the measure of value, one point will equal one dollar.
For example, if the share price of Tesla Inc drops from $200 to $190, we can say that the stock dropped 10 points. Similarly, if the share price of Microsoft rises from $600 to $700, the change would be a 100 points gain. If the stock market is priced in GBP, then 1 point would be equal to 1 GBP and so on.
The value of points is highly dependent on the value of the particular stock or asset. For example, a stock's price is $100, which means that a 5 point drop in the stock's value will equal 5%. On the other hand, a 5 point drop in a stock whose value is $10 means that the stock's value dropped by 50%. As you can see, one point will always be equals to 1 dollar or any other currency, but the percentage of one point can change from one asset to another.
Now that we have understood the meaning of points in individual stocks, let us look at the indices. In a nutshell, an index is usually a collection of several stocks, but the basis of points is still the same. In individual stocks, a one point drop means a drop of $1 in the value. A decrease of one point for an index indicates the average value of an index. When it comes to the stock index, a drop of $1 does not mean that all the constituent stocks fell by $1. Instead, the weighted average of all the constituents resulted in a $1 drop or 1 point drop.
A tick is the minimum amount of change that can reflect the price of a stock or any other asset. Depending on the asset, a tick can be as high as one dollar or just one cent. Think about the dollar bills and the coins. The minimum unit of the dollar is a cent. By adding one cent to a dollar, the total becomes $1.01. In this case, a cent is equalled to 1 tick. Any addition or decrease that is below 1 cent can not be tracked. The same rules apply to a tick.
If the tick size of an asset or a stock is $0.05, then any change that is less than $0.05 will not reflect in the asset's price. The price of a tick will only move in multiples of $0.05. For example $50.05, $50.10, $50.15, and so on.
When it comes to stock trading, ticks describe the general movement of an asset in either direction. In case of a positive increase in an asset's price, the word uptick is used. When the price of a security decreases, it is called downtick.
To prevent an asset's price from falling too low due to the short-sellers, SEC made a rule that is only activated once a particular stock price drops by 10% in 1 trading day. Once the rule is activated, several mechanisms come into play that discourage and even restrict traders engaged in short selling. This rule is beneficial during turbulent times and periods of high volatility.
Unlike the point or tick, the word pip is only used in the FX market. A pip can be the smallest increment or decrement in the value of a currency pair. For example, if the USD/JPY price is 105.06, the last digit to the right would be the pip. An increase of 1 pip in the USD/JPY price of 105.06 will make it 105.07. For the USD/JPY, the 2nd digit after the decimal is called the pip. However, it can be different for other pairs such as EUR/USD, GBP/USD, USD/CAD, and so on.
Traders can use the pips to measure the distance between entry and the stop-loss or take-profit. Another use of the pip is to figure out the spread between a currency pair's bid and ask price.
Many trading platforms also express any loss or profit in pips along with the dollar value. If someone buys $10,000 worth of EUR/USD, then an increase of 100 pips will equal around $100. Similarly, a $1000 EUR/USD position will yield a profit of $10 in case of a 100 pip increase.
