EXAMPLE:Let's suppose a trader bought 10 shares of Tesla Inc. (TSLA) at $500. At that time, the trader decided to set a TP of $550 after analyzing the price patterns. As soon as the price reaches $550, all of the 10 shares will be sold at $550.
In this example trade, a trader could have earned around $500 net profit ($50 profit x 10 shares). Once a take profit level was set, no other input from the user was required.
A stop-loss order is used to exit a position when an asset price reaches a certain level. In most cases, an SL order is used to minimize the losses or to exit a trade when it is no longer going in the desired direction.
Unlike TP, which long-term traders do not use, SL is used by all traders( long & short-term traders).
The risk of not using an SL in trading stocks is that one only loses the money he/she invested. However, in the case of CFDs, a trader can lose a lot more than what was invested in any specific trade.
Most experts advise all new and old traders to always using a stop-loss order to avoid capital loss.
There are countless ways to use the take profit limit order & Stop Loss. Different traders follow their own rules for exiting a position when in profit or loss. Let's take a look at some of the TP and SL strategies:
In this strategy, a trader can predefine a fixed percentage as the take profit level. If a trader purchases 1 share of Tesla Inc (TSLA) at $400, his total investment will be $400.
In a fixed percentage strategy, a trader can decide on 5%, 10%, 15%, 20%, 50%, 100% or any profit limit he/she wishes. A benefit of using this strategy is that one already knows how much profit he wants from a trade.
A 10% TP limit will be executed at $440.
A 50% TP limit will be executed at $600.
and so on...
Similarly, a trader can also select appropriate stop-loss levels. As the total investment is $400 (based on example), then a trader can decide on a 2% stop loss level. A 2% stop loss level would be around $392. It is entirely up to the trader to decide his risk appetite. He can select 1%, 2%, 5% and even 50%+ as the SL.
Another strategy is to use moving averages for taking a profit. However, this strategy can only be used if an asset is trading below the targetted MA.
As for stop-loss, Moving Averages can also be used. In the case of SL, the desired MA must be present below the price.
Some of the famous moving averages used in trading are 20, 50, 100, and 200.
Bollinger bands are a kind of a price channel that shows the upper and lower range of an asset. Depending on the trend, a trader can target the upper band or middle band of BB for TP.
For SL, the lower band of the BB can be used for exiting a position. Another way is to select a stop-loss price that is outside the lower band. This strategy ensures that a trade is not exited during high volatility or choppy market conditions.
It is easy to measure the take profit levels or stop-loss of famous chart patterns such as double top/bottom, triangle, H&S, etc. If a trade was made based on these patterns, then one can also measure the TP or SL target depending on the type of pattern.
In this strategy, a trader can decide on a fixed risk and reward ratio. For this strategy to work, a trader needs to select a stop loss level first. Once a stop loss is selected, the trader can select the ratio of taking profit and stop loss.
