Investors who trade in the stock market realized one of the most basic realities of the market as most of the mainstream US indices turned negative. As these indices turned negative, some of the popular and heavily capitalized stocks also turned down, including FB (Facebook), GOOGL (Alphabet), Intel, Tesla, and Amazon.
In total, the downside correction lasted for almost three trading days. This sell-off also gave a gentle reminder to traders that no stock is protected against a downturn. In fact, upside and downside movement is a natural part of the stock cycle and it can turn for absolutely no reason.
However, there was a reason for the downward trend this time. Inflation in the US was sitting at a 15 year high. People who control big money, particularly those from the institutions, did not like the signals being sent by the high inflation. As a result, they started selling, and the whole market turned negative due to the extreme selling pressure.
By the end of the week, most of the stocks started to turn towards the upside once again and almost recovered the previous losses. If we applied a 50-period moving average on the daily charts of most indices, the closing was above the 50-day MA (moving average). This means that the short-term and the medium-term trend has turned positive once again.
The one thing that separates seasoned investors and traders from others is the ability to lower the risk. The 2nd most important thing is actually to earn money while minimizing the risk. As evident from the turbulent market movements in various stocks this week, one will need to, at times, readjust their portfolio to get in line with the market's moves.
One of the easiest ways to get an early warning of such a downside movement is by adding Moving Averages of various periods to the charts. Without getting into advanced MA analysis, you can get started with the most common MA values: 200, 100, and 50.
Depending on your style and choice, you can use either the SMA (simple moving average) or the EMA (exponential moving average). The majority prefer to stick with the SMA.
If you looked at the recent price action of the S&P 500 recently, the index did not close below the 50 SMA on the daily chart, despite closing at 0.12% down from the beginning of the day. If the index had actually closed below the mid-level 50 SMA, then it could have meant a sell signal instead of buy-and-hold.
If you add the MA lines to any chart of an index, you will start to see a clearer picture of the overall market trend.
For S&P 500, the 50 SMA is significant but the 200 SMA holds a lot more significance. While a move below the 50 SMA may point towards a short-term bearish move, a move below the 200 SMA actually means the start of a complete bearish trend in the markets. Based on this logic, a 200 SMA provides a more important bearish signal as compared to the 50 SMA.
When the markets turned negative for few days, if you have no trading plan in place, have panic would set in and rregretful decisions will be made.
Now that the downside move is over, there is nothing that can be done. But for the future, make sure that you have a trading plan which tells you what to do. A trading plan must include when to exit a market in case of moves like this.
Sometimes, the downside moves like this actually present an opportunity for those who want cheaper rates for their respective stocks. When a downside trend like this starts to turn higher, it is actually caused by those buyers who deem the price attractive enough and start buying. It is this buying pressure that pushes the stock higher once again.
If you think about it, smart money usually enters the market at more affordable rates rather than buying during overbought conditions.
If you had positions at a higher price and the market turns lower, you can average out your positions and turn your entry point into a lower price range.
It is important to diversify your portfolio. When a market turns lower, not all of the stocks actually turn negative. In fact, some stocks actually go in the opposite direction and start trading higher while the rest of the market suffers losses.
That is why it is a good idea to diversify your portfolio with a variety of stocks from different sectors and companies. By following this strategy, your portfolio can become more balanced, and the losses suffered from such downside moves can be somewhat balanced by the gains from other stocks.
Follow the tips mentioned above to stay afloat even in a negative market. You can even find yourself some opportunities in market conditions such as this.
