SPAC ETF

A SPAC exchange-traded fund is a fund that tracks the price movement of a group of SPAC financial assets and is listed on exchanges like the NASDAQ, NYSE and AMEX. Like any other mutual fund, ETFs can be both actively managed and passively. SPAC stands for Special Purpose Acquisition Company, and they are shell corporations set up to raise funding through an IPO. Active managers manage an ETF through buying and selling as part of their overall investment strategy. In contrast, passive managers buy ETFs with the plan to let them earn money through appreciation.

Most ETFs today are traded on the OTCBB or Pink Sheet stock exchanges or an alternative virtual stock exchange. ETFs also can be traded via an over the counter swap or simply via a spot market. Since ETFs represent both exchange-traded funds and individual securities, they can have an effect on underlying securities (i.e. mutual funds cannot trade directly on securities).

Understanding SPACs

It is very important to understand what the SPACs are and how they work. First of all, they are shell companies (typically existing companies). They use the Initial Public Offering (IPO) to get funds from the investors. The establishment provides the companies with existing exposure and makes fundraising easier.

However, the key attraction of SPACs are strongly related to the type of business itself. They target investors with trending businesses like electric vehicles, fintech, green energy, and so forth. More than $80 billion are funded by more than 200 SPACs worldwide even though the world was in a global pandemic in 2020. SPAC investment is reaching $40 billion. The trend is unlikely to go down anytime soon.

SPAC investment remains strong despite the high risk that every retail or institutional investor manages. Despite the high investment, the shell companies but aren't backed by business operations as seen in a traditional IPO. SPAC investors invest their money through the dealer (or deal sponsor) and expect what is promised to come true. However, the merge may not go as expected, resulting in plunging prices below expectations. Furthermore, these sponsors make SPAC investment already expensive upfront, and there is no guarantee on the mergers.

SPAC ETF Advantages

A significant advantage of an ETF over mutual funds is that ETFs do not require large amounts of money to purchase and sell. This makes ETFs a great small-cap investment. Even if a small investor purchases just a portion of an exchange-traded fund, he has significantly less risk than investing directly in individual securities. Also, most ETFs use trading, rather than holding shares directly, so the total cost of ownership is less than what it would be for individual stocks or bonds. Because of these advantages, ETFs often make great long-range investments as well as good short term ones.

SPAC ETF Liquidity

Investing in ETFs can offer access to world-class liquidity, as well as some of the volatility that many investors crave. It is also a great way to diversify your portfolio. Many ETFs out there today will give you access to many different types of oil companies. Just make sure you research the company and what they do.

One other point to keep in mind is that ETFs do not offer you equity in the actual company. That means if the company goes bankrupt, you lose your money! An ETF does not have a stock holder's list like a typical business does. Most people focus on this because they like to have their money in their own pockets when they buy stocks. However, if you happen to like the idea of an ETF, then you can likely ignore the rest of this article.

Diversification

You might have learned about the importance of diversification in your portfolio. Still, it gets more fundamental in SPAC investment, which is why the ETF is a strong contender. At this point, choosing the SPAC sponsors is the key to this kind of investment. While you might have minimum information about the company offering, you can refer to the sponsors' ability to obtain capital. Credible sponsors would typically set minimum size and liquidity requirements for all their holdings.

When it comes to mitigating the volatile nature of the SPAC market, the asset allocation for pre-merger and post-merger should be ideally 4:6 in ratio. Even though the performance would be limited, the SPACs' stocks would secure substantial gains in the post-IPO. This diversified exposure is what SPAC investors need to deal with volatility and uncertainty.

Learning from the historical data, the stocks of SPACs can decline or rise in the post-merger, depending on the applied diversification strategy. The SPACs that applied the strategy experienced rising in their stock price up to more than 200%. On the other hand, non-strategic mergers have resulted in a consistent decline in the related stock up to 70% within a year post-IPO.

Experts also suggest investors strictly differentiate pre-merger stocks and post-merger stocks for diversification. SPACs or pre-merger stocks are unique and should be separated from the post-merger ones in your portfolio. It's already a natural behaviour of investors to sell their pre-merger stocks after the merger has been completed.

Active Funds

The active fund strategy can also be the solution for mitigating losses despite the volatile nature of SPAC investment. Instead of being speculative, retail investors can redeem the SPAC shares in the post-merger and pay for the principal plus interest to exchange more security. This approach is considered to be a safer way to invest in SPAC.

Hybrid Approach

There are also hybrid SPAC ETFs that combine both pre-merger and post-merger stocks that are actively managed. The hybrid strategy is about buying some parts of the assets in the first round (pre-merger) and buying the rest after the merger. This approach focuses on managing the position size where they weigh all holdings equally.

At this point, there are diverse SPAC funds you can choose from to invest, and each of them allows you to get benefits in different ways. The performance of the share would determine how pre-merger and post-merger stocks need to be adjusted. Active funds would be more exclusive (or selective), while the index funds are more general. Generally speaking, the SPAC ETF market is predicted to be more active from now on. It means that funds would invest in pre-merger stocks more after considering the quality of the SPACs, and should be a part of your considerations if you want to start investing in SPAC ETFs.

If you think about it for a minute, it makes sense that ETFs would provide many of the things that regular share market traders want. First of all, ETFs allow you to invest on a national level rather than just locally. Secondly, most companies listed on the market cap and companies that are going public will have ETFs available. Finally, many of the companies offering these special shares have a history that you can learn about and their track record. This information can be incredibly valuable when investing on your own or in combination with other investing strategies.

There are several things that I don't think anyone should pass up when investing in ETFs, though. The first is that because the ETF itself controls the price of the stock, there is a built-in psychological benefit to buying up shares of a company already well established. This is in addition to holding a strong market position.

It's rare that you will find a company listed on the New York Stock Exchange that is in dire straights, and if you do happen to see one, chances are it's already well past its prime. It's human nature to act on this kind of information, and it can make a difference to your trading decisions.

The second reason I think ETFs offer such great value is that the trading is straightforward and inexpensive. These companies pay dividends regularly, so there is no trading cost involved. They also offer the flexibility to buy and sell shares at any time of day and from any location on the planet, making them accessible to nearly everyone. Finally, they are listed on major exchanges. Even if the market does take a nosedive, the companies listed may still survive.
