By connecting the different data points, a line is printed on the charts, which is called the SMA line.
Since the simple moving average uses a very basic formula, it is considered to be a lagging indicator and is slower compared to the EMA (exponential moving average). Depending on the user's requirement, one can select an appropriate source of data for the SMA such as high, low, close, and more.
The candlesticks make it much easier to read the chart when compared to the line/area graph or the bar graph. However, it can be hard to make an objective decision based on this data line. That's why many traders use additional tools to understand what's going on in the market and the trend direction.
For finding the trend, the most common and popular tool is SMA. Depending on the period setting, SMA can find the general trend over the short as well as the long-term. If the simple moving average line is going higher and points upward, then it means an uptrend. On the other hand, if the SMA line is going down and has a downward slope, it means a downtrend.
The speed at which the SMA reacts to a change in trend depends on the user's specified period settings. A 5 SMA can react more quickly than the 50 SMA or the 100 SMA. However, any sudden spikes or fake moves can cause the 5 SMA to behave erratically, while the 50 SMA and the 100 SMA will not show that much of an impact from few sudden price movements.
Among all other tools, SMA is the only one that is dynamic and can provide a better overall view of the trend. Any change in the trend is also shown, but there is one problem... Since the MA is based on the price, it only reacts once the price has made a move. Depending on your settings, the MA may take a long time to show a change in the trend - and the trend could be finished already. This problem can be fixed by using a short SMA period settings or using a smaller timeframe.
In the world of trading, it is a common practice to use the SMA in pairs. For example, adding the 20 SMA and the 50 SMA can show the trend in the short and the long-term.
Another practice is to add all the important SMA lines such as 5, 10, 20, 50, 100, and 200. By adding all these lines, a trader can look at the angle and direction of each of these SMAs and better understand the market direction based on various period settings. A 5 SMA will tell a different story compared to the 200 SMA. That's why one can make a better decision by looking at the trend direction based on the time.
Many traders believe that one has to use the popular trading periods as the settings in the SMA. That's not true at all... Go ahead and add all the SMA lines on your chart from 1 to 200. If your trading platform and computer can handle so many lines, then you will get a web of lines on your chart. Now look at how the price reacts with all of these lines - you will notice that the price reacts with even the odd number SMA lines such as 33, 47, 105, and so on.
This means that all the SMA lines are important, but that doesn't mean that you can go ahead and start using your own SMA period settings such as the 47, 97, and so on. There is no merit or benefit in doing that all - so, it is better to stick with what everyone else is using.
An article about the SMA will not be complete without discussing the death cross and the golden cross. This system is based on two indicators: 50 SMA and 200 SMA.
A bullish crossover (50-200) means a significant bullish change in the trend has occurred in an asset. The opposite is true for a bearish crossover or a death cross.
