A seller who has a put option is said to have a short put position. An equity put seller assumes buying 100 shares of the underlying asset at strike price. In return for their assumption, they receive a premium from the purchaser.
Let us try to understand this idea more with an example. The short put is as follows:
Sell 1 XYZ July 50 Put at 6.50
It is assumed by the initiator to buy 100 shares of the XYZ stock at the rate of $50 each share, if s/he gets assignment notice. In return, s/he receives from the purchaser the premium of $6.50 per share. This does not include commissions.
If the price closes at $50 or more on July's third Friday, the put will expire worthlessly. The premium received becomes income. If the closing price is less than $50, the put will have value, and the put owner sells the stock at $50. This will lead to the compulsory purchase of 100 shares of XYZ stock by the put seller.
Suppose an investor, named Paul, finds the stock in the above example to be a good investment, but at $43.50, and not at the $50 price. If the XYZ July 50 Puts is at the current price of $6.50, he may not hurry to buy.
If he believes the stock will be traded between $40 and $50 from the current date and the July expiration date, he may place a limit order at the $43.50 price for 100 shares, or he may sell 1 July 50 Put at 6.50.
The first is called 'Good-till-Cancelled', or GTC. Also, it is assumed that he has made a deposit of $43.50 per share in his account.
Now, let's compare both strategies. In the GTC, he is obligated to buy the whole volume. If the price is above $43.50 at the expiration, he will not buy. If the traded value drops below $43.50, he may buy 100 shares at $43.50.
He earns just the interest on funds in the GTC order case.
If he sells a July 50 Put at the rate of 6.50 for each share, he receives a premium. If the stock is traded above $50 at the expiration, he may not buy any stock. He will still receive the premium though. If the traded price is below $50, he will be obligated to buy 100 shares at the value of $50 for each share.
Paul is described in the above example to have sold a cash-secured put. If the put is assigned, the price payment is simple. It is done through the deposit funds. In theory, this is the utmost risk, due to the fact that a decline in price is the same as other holdings purchased for cash. The risk level here is up to the invested amount in the stock.
Selling equity puts creates an obligation to buy the underlying asset, and the potential of profit is limited to just the premium received. However, the risk involved in selling puts is substantial. The maximum risk is similar to the long stock position.
The short put position backed with sufficient cash deposit is defined as a cash-secured put, and selling it is considered to be a conservative strategy, since the primary focus is to buy the underlying asset, besides not being in a hurry to buy.
Hence, selling puts can be conservative or risky. It completely depends on how a trader views it. It can be either of the two, and both are quite good.
