We found 11 online brokers that are appropriate for Trading Investing Platforms With Risk Management Features.
When an investor decides to invest in securities and other financial derivatives, he/she is looking to grow their investment and accumulate capital gains or some other form of financial reward. We all know that there is no reward without risk, and this is the main dogma of investing — your return can be as big as your loss. This is known as the principle of 'risk return trade off'. Return and risk are positively correlated. There is a term that defines how much risk can we afford (how much risk can we take), this is called 'risk tolerance'.
It has to do with the maximum loss you can afford in your investment, or otherwise called, 'Stop Loss' in trading. We all need to set a stop loss on each investment we make. We need to define exactly when to throw in the towel if the market is opposite to what we predicted. If one does not carefully evaluate their risk in an investment, they can panic too early, sell at the wrong time, and incur a loss.
The amount of risk that an investor can take depends on many different factors. It is a blend of the investor's financial situation, the type of security they choose, their future expectations about the performance of the equity (and/or the market's performance), the length of the investment, the age of the investor, the current market's financial situation, and most importantly, present and future political events. Now, let's elaborate these factors a bit more in depth.
Your age is a big factor in how you establish your stop loss, better known as your 'risk tolerance'. Young investors are pushed and encouraged to be aggressive in their investments, thus, to incur a high stop loss. Explained differently, this individual will have a high-risk tolerance. They are encouraged to act this way because they have the luxury of time. Their investment's timespan could last for decades; thus, they have time to buy and hold long. They are told to hold riskier securities like stocks and options.
On the other end of the spectrum, we have older investors. Their investment horizon is for a shorter period of time. They have already spent decades building up their wealth. They want to preserve it so they can spend the rest of their lives relaxing and just enjoying life. Thus, they invest in safe securities that will preserve value. Older investors invest in low-risk securities, in other words, they have a low-risk tolerance. Older investors cannot afford to lose a lot of money. They invest in securities like bonds, funds, ETFs, and dividend stocks.
Age has the effects as explained above. But we still have more left to cover. How do other factors affect an individual's risk tolerance?
Analyzing data, we can see that those individuals with a high net worth, and multiple income streams, can afford to invest in risky securities. Regardless of the loss of one equity, these individuals have other means of income. So, they can get back to investing again, and can gain access to better information and investing opportunities than the average investor. So, the greater the net worth, and the bigger the cash flow, the more risk an individual can afford to take. Thus, these individuals have a high-risk tolerance.
The most important events affecting volatility are current and future political events. These can change interest rates. Doing so changes investor's sentiment, which changes the market's trend, and finally changes the market's financial situation.
Now that we know what affects an individual's risk tolerance, how can one evaluate risk tolerance, per se?
As an investor, you should want to study history, as history tends to repeat itself. The market exhibits predictable patterns in the ways in which it reacts to particular scenarios. You should be aware of the maximal equity that you can afford to lose if the worst of those historical scenarios repeats itself. The individuals who have high-risk tolerance are usually the ones who turn out to be 'market wizards'. They know the risks that they can incur when investing in volatile securities. But most of them, regardless of age, are armed with strong knowledge and experience, thus making them market wizards.
The other category is medium-risk tolerance investors. They split their portfolio between safe and risky investments, they share a 50/50 ratio. A common strategy is having half of your portfolio in dividend stocks and the other half in growth funds. They can hold positions such as large mutual funds on one side and hold bonds on the other. These individuals do accept some risk, but they try to balance risk with reward.
The last category is mostly older investors. This category has little-to-no risk in the investment. These people invest in Certificates of Deposit, U.S. Treasuries, bonds, money markets, and any possible equity that will have little or no investment risk. These individuals usually have portfolios that have been built up for decades.
