In this changing world with rising inflation, it has become more important to invest rather than staying 100% liquid.
Retail Price Index (RPI) is an economic indicator that is used by various pension schemes in the United Kingdom. A few months ago, Rishi Sunak (Chancellor of the Exchequer) announced that the RPI would be discontinued by the year 2030. Similar views were shared by the BOI governor, who also thinks that the Retail Price Index is no longer an important metric and is not used by the bank or the government for statistics.
What does this mean for an investor? Well, the pension funds will have to rely on the government's inflation numbers rather than the 'Retail Price Index (RPI).' As a result, the investment schemes and pension funds may not be able to generate enough returns required to achieve growth while also beating inflation. The date for phasing out the RPI is set out to be 2030 (10 years from now).
In the past, RPI used to be the primary source for inflation, but all of that changed in 2013. Since 1996, the government moved to a different economic indicator known as Consumer Price Index. The only reason that the government is still updating the Retail Price Index is that some of the financial institutions, including the pension funds, still rely on the RPI as a source for inflation.
However, CPI (consumer price index) was also replaced by CPIH in 2016. CPIH is a new economic indicator for finding the annualized inflation in the United Kingdom & is widely used in official statistics.
Besides a few key differences, CPI and CPIH are very similar. The new economic indicator CPIH includes housing costs, while the CPI doesn't include that.
Retail Price Index also didn't account for the top 4% in terms of household income as well as those households where 75% or more of the income comes from the government. As for the CPI, this sector was included in the statistics. Other than these 2 or 3 differences, the rest of the formula for figuring out the inflation rate is the same.
Since the RPI is an old metric that dates back to 1947, its calculation was also very simple and based on an arithmetic mean.
RPI = Price of All Items / # of ItemsBy combining the price of all items and dividing it by the number of items, we get the value of the Retail Price Index.
On the other hand, Consumer Price Index and the new metric 'CPIH' follow a more complex calculation model known as geometric mean.
For CPIH or CPI, we have to multiply all items' prices. Once done, take the nth root of the sum. In this equation, n is the number of items. If the number of items was 100,000, then the nth root will be equal to that number.
But why would the government move from the arithmetic mean towards the geometric mean? The value of inflation will always be lower than in the geometric mean as compared to the arithmetic mean.
As a result, the government can pay less money in the form of bond payments by using the CPIH as compared to the RPI. In a nutshell, the change from RPI to CPI and then CPIH is more beneficial to the government than the investors and pensioners.
However, experts are still of the view that RPI was an outdated metric and didn't completely represent the inflation numbers in the country. New metrics such as CPI and CPIH are much better at representing the annualized inflation as compared to the RPI.
The pension funds that still rely on the RPI will be the ones most impacted by the change. Ultimately, the adverse effects of this change will be transferred to the pension holders. According to recent statistics, around 7.3 million people will be affected by this change.
