PPP or purchasing power parity is a common term in the financial world and RPPP or relative purchasing power parity is simply an expansion of it. The traditional PPP is an economic theory that is comprised of the changes taking place within inflation over time.
The power of money with respect to buying volume or number of goods or services is referred to as purchasing power. The purchasing power can be reduced by inflation. Here, the RPPP refers to such nations which have higher rates of inflation and reciprocated with a devalued currency.
The difference in the inflation rates, as well as the commodities costs between the two countries, is seen to lead to changes in the exchange rate between them. It is an expansion of the PPP and complements the absolute purchasing power parity or APPP theory.
APPP states that the rate of exchanges between two countries would be the same as the price level ratio of the same countries.
The PPP calculation formulation is as below:
S = P1 divided by P2
S here refers to the rate of exchange of the first currency to the second while P1 and P2 are the cost of a good in the first currency and cost of a good in the second currency respectively.
It gives the idea that the cost of goods in two countries will be the same if the exchange rate is applied. This means the two currencies are on par in such a situation when the value of a market basket of goods is the same in both countries.
In short, it can be said that the theory explains price comparison of the same items in different countries. The PPP rate is determined here. But it is important to note that exact comparison is not easy as product quality may differ, consumers may have different attitudes and the conditions may not be the same in the two countries.
Moreover, it is always said that the PPP is just a theoretical concept and may not exist in the real world.
The RPPP relates the change in the inflation rates in two countries that then causes a change in their rates of exchange. It is believed the inflation reduces the real purchasing power of a currency. This means if the inflation rate is 10 percent, consumers may be able to purchase less real goods by 10 percent.
APPP maintains the rate of exchange between two countries and this is complemented by the RPPP. The law of one price is the basic idea behind the concept. It states that a good's real cost may be the same in all the countries following exchange rate consideration.
If the average prices of goods increases by 3 percent in the United States due to inflation and simultaneously the same happens in Mexico but by 6 percent, it can be said that Mexico has comparatively higher inflation as prices have risen by 3 points more.
With the PPP theory, it can be said that the 3 point difference may lead to a 3 point change in the rate of exchange between the two countries. This means the Mexican currency will devalue by 3 percent per year. It can also be said that the US currency may appreciate by 3 percent per year.
In this article titled Relative Purchasing Power Parity, we discussed three terms with much clarity. These are the RPPP, the PPP and the APPP. All three are co-related and RPPP is in fact an expansion of the PPP.
RPPP is a dynamic version while PPP is a static one. PPP theoretically understands the macroeconomics while the RPPP is not true in a short period.
APPP meanwhile maintains the rate of exchange between two countries and RPPP complements it.
The make the article more understandable, we discussed an example of the US and Mexico. We found out why the Mexican peso depreciated while the USD appreciated with a 3 point difference.
