In stock trading, there are two schools of thought among the technical traders. The first one only looks at the price and relevant technical indicators. The other side also looks at the volume associated with each candlestick and uses it along with price analysis and technical tools. In simple terms, the number of shares traded in a specified period is called volume.
On CTrader, MetaTrader, and other trading platforms, the volume indicator is available and can show the number of shares traded depending on the timeframe. If the timeframe is H1, then the volume of each hourly candle will be shown on the charts.
The price in itself hides many clues and information that can tell us where the market is headed. But if we look at the volume data, equally important data is hidden in it. By using price volume analysis, traders can have a 2-dimensional look at the markets - One from the price and one from the volume data. By combining the 2 (price + volume), the authenticity of the technical analysis increases.
Open any stock chart on the TradingView platform, and you will see the volume indicator at the bottom is already added. If you look closely, you will see green or red bars below that represent each candlestick. What do these green or red bars mean? A green volume data means that the number of shares bought was higher than the number of shares sold. On the other hand, the red volume bar means more people sold than bought the shares.
Sometimes the candlestick & amp and the volume bar can be red, which means the price closed below as well, as the volume was negative. However, the candlestick may be red, but the volume was positive. Another scenario is that the candlestick is green, but the volume is red, or with the green candlestick, the volume bar is green.
A similar colour volume bar and candlestick can be easy to understand as it means bears dominate. But conflicting data from the price and volume means a more in-depth look to understand what's going on in the charts.
A rising price but negative volume means that any new buy position must be placed with caution as the rising price can be a trap. Similarly, falling price but positive volume means the end of the bearish trend might be near.
The XYZ stock entered an uptrend, but you are not sure when to enter. So what should you do in this scenario? You will wait until a high reading of positive volume is achieved, which is several times higher than the average volume reading. Once you see high volume on a specific candlestick, entering at that spot can prove to be better than relying on the price data alone.
Similarly, if you see the volume turning negative with high readings, it can be a sign to sell the stock, if already in profit, to avoid the reversal and any potential losses.
When it comes to technical patterns, many traders also use volume along with price analysis. These traders do not enter once the breakout from the chart pattern occurs. Instead, they wait until a confirmation is received from the volume data. If a bullish breakout is not followed by strong positive volume, it means something is not right, and that entry should be avoided.
Do you know that you can also add a moving average on the volume indicator? By adding a MA of, let's say, ten periods, you will get the average volume of the last ten candles. This way, investors can look at the average volume more easily and efficiently - Any higher than average volume will close above the MA line. Similarly, a shrinking volume can close below the MA line.
By adding just one MA line, a trader can better understand the volume data, which can prove to be difficult otherwise.
Today, many different volume indicators are available in the market ranging from free to proprietary ones. Among all the indicators, the most useful is the default volume indicator which only shows the volume data without interfering.
Other than the default volume indicator, the 2nd most useful indicator is the money flow index. You can think of it as a cousin of the RSI indicator, but it also takes volume into account along with the price data. By combining volume and price, a trader gets a supercharged momentum indicator which can prove to more useful than the default RSI in some cases.
A rising money flow index but falling prices mean that the asset might take a bullish turn soon. It means a bearish trend might be around the corner for a falling money flow index and rising prices.
