Right now, the fear of potential tightening of the monetary policy is yet to be shown in the prices of stock. If we look at the famous volatility index (VIX), it is also sitting comfortably at a historically low value for the year 2021. This means that the volatility will remain show for the next month or so.
But we all know that looks can be deceiving. A lot of times, signs of fear can not be read through the stock prices alone. If one looks closely, a lot of clues can be found hidden in various other sentiment readings. If we look at one such index called 'CNN Fear & Greed Index,' it showed quite a change in the market sentiment.
Based on the CNN index, the market was greedy but then changed to fear. This means that market was initially willing to take a risk and enter the market but is now playing it safe due to the fear.
Another sentiment survey that asked various American investors also showed results that are not looking for the market outlook. Based on the survey's results, the investor's bullishness fell to its lowest in the month of May. Such low levels of bullishness were not since the October of last year (2020).
In the month of June 2020, the Federal Reserve is supposed to reveal its plan and inform the public of how it is going to handle the monetary affairs going forward. Based on the majority's opinion, the important fiscal measures will stay in place, especially the interest rates. For now, the Fed is more inclined to keep a blind eye on the rising inflation and wants to continue its policy of buying bonds and keep the interest rates at the current levels.
But will things stay like that in the near future for Fed? It doesn't seem so. According to Jay Hatfield, who is the current CEO of InfraCap, the Federal Reserve will need to be more clear about the type of message it is giving to the public. According to him, the Fed is claiming that the rise in inflation is only temporary but is also not slowing down on its bond-buying program. In a sense, the Fed is pumping money into the US economy; thus, the money supply is increasing. This will only fuel the inflation rate further in the USA.
The very idea that the rising inflation is temporary and transitory is very dangerous. This means that the Fed does not believe that any change in the monetary policy is warranted at all. According to Jay, the Fed will either change its messaging or it will be forced to back off from the current fiscal policy. Either way, things need to change at the Fed for the inflation to come down.
Hatfield further said that the main game is understanding how the Fed is going to change its policy in the future. If you get that right, you will have no problem understanding the market outlook in the near future.
Ramos, who works for BMO global (an asset management company), also believes that the central bank will start to give hints of changing policy in the coming months. According to him, the members asked about the tapering in the last meeting of April.
Going forward, things like that will be discussed more and more in the Fed meetings. As with anything that gets discussed, a solution is also usually reached at the end.
