Market Maker Tricks Guide

Market Maker Tricks

Among all the other stock exchanges around the world, the US-based NASDAQ is the most secure and efficient. This is achieved by using super-fast and highly efficient computer systems that are built on a proprietary model. However, despite the use of such advanced systems, the market makers still find ways to take the money from the small investors as well as the brokers.

Some of the common tricks used by the market makers are:

Fake Sizes

There are several specialists whose main role is to provide liquidity for the trades while also making money out of this process if possible. Those who call themselves market markets can take several positions in the stock market and make money at the end of the day. The main role of a market maker is to provide liquidity, but their main focus is not that, though. They usually try to buy stocks from the traders and then sell them to another buyer. Through this process, they usually manage to earn a profit.

Just like the fisherman use bait to lure in the fish, the market makers use fake orders to lure traders.

A market maker may offer the following rates for buying and selling of a share:

Buy amount = 50,000 shares @ 15

Sell amount = 75,000 shares @ 15.25

By posting pending orders like these, a market maker can create a false impression that there is a lot of buying demand for a particular asset. This practice can confuse a new or inexperienced trader, and he/she may end up buying that particular share. As soon as enough people buy that share and its price reaches the sell limit, the market maker sells all of his shares and get out of the market. The small or unaware trader usually get stuck in a position with a loss.

During this process, the purpose of the market maker was to sell the shares at $15.25. However, he placed another buy position at $15. Through this position, a market maker not only bought shares but also created the impression of fake buying pressure. As soon as the price moved higher, the market maker sold all of his shares for a profit.

Traders can avoid falling for such tricks by looking at the order book or a level 2/3 screen. Through the screen, a trader can look at all the pending orders along with position size and similar information. A careful glance at this information can reveal any such tricks.

Ticket Switch

In this scenario, the market makers can take advantage of the time it takes for a ticket to reach from the broker to the clerk. Once the ticket reaches the clerk, he/she usually add the time and date to the ticket and then execute it. During this entire process, the price of a stock or any other asset can change. For example, an asset price at the start of this process could have been $20. By the end of this process, the price changed to $20.10.

In this trick, a clerk can make money by just delaying the processing of your order. He/She could buy the stock at a cheaper price for himself and then sell it at a higher price because that would be the current price of an asset.

In case of a price drop after the clerk buys a stock, he/she can revert to an illegal tactic that involves tampering with the ticket. By changing the account number and purchase price, he can avoid any losses!

This trick is not just limited to the trading platforms, though... Brokers also use the same tactic to make money from your trades!

A trader can only avoid this tactic by choosing a fair & transparent broker. As for the brokers, they have a wide range of tools that can be used to stop the trading platforms from using such tactics. However, some brokers are involved in this tactic themselves which means they have no reason to take action!

Market Orders

When a trader places a limit order for a stock, he/she is giving instructions to the broker to buy X amount of ABC shares at the specified price. With this order, the trades will only get executed if there is enough supply at the specified price.

When a trader uses the market order, it means that he/she wants to buy that particular stock at any price. When this order is placed, some brokers ensure that your order only gets filled at a higher price than the current market rate! In other words, you are saying that you are desperate and really want to buy XX amount of a particular share at any price!

A way to avoid such manipulation by the market makers is to use limited orders. Using this order type, you are specifying the maximum amount you are willing to pay for the stock. If your order is partially filled or not filled at all, it will be automatically closed by the end of the day.
