For a trader, one of the most important things when deciding on a stock to trade is volatility. If the volatility is too low, it can be nearly impossible to trade and make any money from that particular stock. Similarly, a high amount of volatility can cause problems with risk management and even the specifics of your trading strategy.
So how can can an investor or trader take advantage of the volatility and turn the data it provides into something useful? The answer is the MMM indicator which is also known as the 'Market Maker Move'.
Using complex mathematical equations, the MMM indicator uses a host of input data such as current price, expiration time, volatility, and much more. By combining various input data, the MMM indicator can forecast the volatility of any stock for the day. For example, the MMM indicator could tell that ABC stock whose stock price is $200 may move 20. In this scenario, the stock price may reach $220 or fall down to $180. As with any indicator, there are no guarantees when it comes to the data provided.
So one can use the MMM data to get a rough idea of the level of volatility, but there is one problem - The MMM doesn't tell you the direction of the stock (whether it is bullish or bearish). In short, it just gives an indication that a particular stock could move between a certaain range for the day.
Sometimes the particular stock may move a lot more than the MMM output data shows. Then there are some days when the stock doesn't move at all despite a high MMM reading. In either scenario, one has to take the MMM readings with a pinch of salt.
You may notice that the MMM is not showing any value, and it can happen a lot of the time. The reason is hidden in the volatility... MMM only shows output data when the implied volatility is expected to be higher and if the volatility is not going to be shown, the MMM indicator doesn't show any data.
Normally, the MMM reading is usually shown ahead of a high risk or high volatility event such as the earnings release, dividend announcement, company news, and so on.
So the next time you see that the MMM is not showing any data, it doesn't mean that the indicator is broken or you have a problem with your computer. It just means that the indicator isn't pricing any big moves for the current trading day.
For example, when the MMM is added to stock with a price of $500, and it showed a reading of $40. It means that on the current trading day, that particular stock could move as high as $540 and as low as $460.
By using this data, investors can pick a good entry point. They can also figure out their stop-loss and TP (take profit) limits once they know the volatility range for that particular stock.
In the previous example, it is also possible that the price might experience the volatility of $20 only and not show a $40 move. However, this unpredictability is a common thing in the world of trading as there are no fixed rules to predict what's going to happen in the markets.
One of the popular and important uses of the MMM tool can be seen during the earnings season. Just before the earnings season, volatility usually increases to a new level, and that can be seen with the MMM (market maker move) tool. So for those investors who like to take positions before or during the earning announcements, the use of MMM can prove to be beneficial.
Another benefit of the MMM is to look at the risk of potential trading before entering the market. For example, if a stock's price is $300 and the MMM number is 30. By using this information, you can place your stops and the profit-taking limits based on the information. Another scenario can be that you do not want to risk so much money, and in that case, you can simply ignore that stock and look at another stock with a lower MMM reading which goes along with your risk tolerance.
Last but not least, you can use the MMM tool to get additional confirmation about your trade parameters. For example, if your profit limit is $40 away, but the MMM tool shows that today's range is around $20, then you might need to adjust your TP limit to increase the chances of a successful trade.
The MMM tool can be a great addition to the arsenal of any active trader or investor. The input data points of the MMM tool are very different from other volatility-based indicators that rely solely on technical data. That's why this tool is only famous among stock traders. Whether it is for risk management or finding trade opportunities, MMM can be a great tool.
