Lockup expirations are when the initial public offering (IPO) lockup period ends, and the restrictions on major shareholders from selling their shares are lifted. The lockup period is enforced to ensure orderly IPO and restrict non-flooding of the market with the sale of additional shares.
The lockup expirations happen somewhere between 90 and 180 days after the company had gone public with the issue of IPOs. Most of the trading restrictions are lifted after that.
The primary purpose of the IPO lockup is to prevent the market from being flooded with many shares, as this may lead to depressing stock prices. Typically, just about 20 per cent of the outstanding shares are offered in an IPO. Hence, if a single large shareholder looks to immediately unload the entire holdings after the issue of the IPO, it could lead to price distress. It is usually witnessed when the price of a stock drops to about 2 or 3 per cent after the lockup expirations.
Details about the lockup period of a company are revealed from its S-1 filing with the SEC. Any changes after that are revealed in the S-1A filing.
However, the lockup period is not a mandatory norm to follow from the US Securities and Exchange Commission. It is not mandatory from any other regulatory body. Companies either self-impose it or the investment bank underwriting the IPO request requires it. The goals of the lockup period are the same in either case to keep the prices of stocks soaring after the IPO is issued.
Stabilisation of the shares in the market is the main usefulness of the lockup period. It is also referred to as a cooling-off period. The liquidity is low during the period and eventually increases over time when a trading range is established.
Options contracts can occur during the period, which helps in further stability and liquidity. Moreover, the earnings report of two consecutive years is released during the period to provide business clarity and outlook for investors.
It is witnessed that traders anticipate a price drop just ahead of the lockup expirations, which is basically due to an additional supply of shares. It increases the short interest as traders start short selling. Concerned investors try to hedge the positions with options.
A short squeeze is sometimes noticed on lockup expirations if the sell-off is too dramatic. Short-sellers look to cover their shares, believing that profits can be locked or losses can be cut.
Lockup expirations lead to the lifting of restrictions on shareholders. It is typically a date after a lockup period ranging between 90 and 180 days from the date a company issues IPOs. The lockup is a self-imposing period of a company to prevent the market from getting flooded with a high volume of shares. The company insiders are not allowed to sell their shares within the period.
In this article, we discussed in brief IPO, insider trading, lockup period, a short squeeze, cooling-off period and the intentions behind the lockup phase. Shake Shack Inc. is a live example discussed while talking about lockup expirations. Lockup helps prevent the price drop of shares immediately after the IPO. It is not an SEC norm, though.
