If we have to group all the technical indicators into two categories, we can do so by classifying them as lagging or leading indicators. Both types of indicators have their use in the trading world, and many traders prefer to combine both to view the next market move.
A classic example of a lagging indicator can be seen in Simple Moving Average (SMA). The SMA only moves once a change in the price of an asset occurs - In this sense, it is a lagging indicator as it requires data from another source before showing its result. If you draw an SMA on a chart and view its history, you will realise that sometimes an SMA keeps going in the opposite direction for some time despite the price going in another direction. In this example, an SMA is lagging behind the price action.
In short, the lagging indicators use the current price information to tell you what's happening in the market.
If we look at the leading indicators, they are the exact opposite of lagging indicators. These indicators try to predict the next market move ahead of the price action. A good example of such an indicator or tool is the Fibonacci retracement tool. If you draw it on recent price action and add extended levels, you can see the future support & amp; resistance zones are yet to be touched by a financial asset. In this example, the Fibonacci tool is trying to predict what could happen.
Just because the lagging indicators are not so fast, that doesn't mean they are not useful. These indicators filter out the market noise that can be seen in short-term price action and smaller timeframes. On the other hand, if an indicator is too fast, it could move ahead of the price action and keep giving false trading signals.
A classic example can be seen in the 200 SMA. It doesn't care about any short-term price action and continues to provide the long-term trend. If the 200 SMA is rising and above the price, it means that the SMA line will not start moving down with a single or a couple of bearish candles. That's useful for those traders who only want to know the long-term trend.
If we look at most of the indicators such as RSI, BB (Bollinger Bands), and others, it becomes clear that they are all lagging indicators. But in some conditions, a lagging indicator can turn into a leading indicator. For example, a bearish divergence in the RSI and a rising price of an asset provide a signal for the next market move, which could be down. In this example, the market was moving up, but the RSI pointed towards a different story.
Another indicator that blurs the boundary between leading and lagging is the Bollinger Bands. The BB indicator needs to rely on the price action to show all of its band and only moves after the price action. But if we look at its outer bands (upper & amp; lower bands), it provides us with information about how high and low an asset's price can go depending on the timeframe.
If we look at the leading indicators, there are minimal. So in a sense, only a couple of indicators or tools fulfil the criteria of a leading indicator.
A good example of a leading indicator is Ichimoku. To be more precise, not all the components of the Ichimoku indicator are leading, though. One part of this indicator is called the Ichimoku cloud. If you add this indicator to the chart, you will see that the clouds far exceed the price action and are drawn for the future. By looking at the colour and price range of these future Ichimoku clouds, an investor can get a rough idea of the next possible direction of an asset.
If you are thinking about using only the leading or lagging indicators, then I would suggest you take a more political approach and use both of them. Sometimes, it can be hard to interpret the price action into something meaningful - That's where lagging indicators come into play which translates the raw price action into useful information. Similarly, many indicators have the traits of lagging and leading built into them.
One thing to keep in mind when using these indicators (leading or lagging) they always have a risk strategy in place. You can't dictate the market with mathematical formulas on which these indicators are built. False or fake signals are common in technical indicators and among discretionary traders. That's why you should use a stop loss for each order to ensure that risk is contained.
