People are mostly not rational with respect to money and investing matters. There is a whole field of study to reveal the strange behaviours of investors. There is a theory related to investor behaviour and this is outlined below.
The investor behaviour theory assumes that those who take part in the market are rational actors, and they are self-interested utility maximizers. It is also assumed that these investors never make mistakes.
Behavioural finance has challenged such assumptions as it applies to investments, markets and other financial matters.
Behavioural finance is mostly driven by cognitive psychology that understands the behaviours of investors in the real world.
The standard economic theory believes people are equipped with rational behaviour, and the information available is also embedded in the investment. This is called rational actor theory or RAT. This means the RAT completely rely on rational calculations, and it is believed the rational people make error-free investments. They look for maximizing the advantage and minimizing the losses. All these are done in a self-interested manner.
Researchers have raised doubts over the RAT formula and have come up with evidence that rational behaviour is not as such. They argue that human emotions influence investment decisions.
A financial research company named Dalbar found in a study in 2001 that average investors failed consistently in achieving the returns assumed. The study was titled Quantitative Analysis of Investor Behaviour, and it concluded that in the period of the last 17 years the S&P 500 had an average annual return of 16.29 per cent, and the annual average return of typical equity investor was just 5.32 per cent during the same period that ended in December 2000. The difference here is 9 per cent.
The study further reveals that the average earning of fixed income investor was 6.08 per cent per annum and the average return from long term Government Bond index was 11.83 per cent.
There was a follow-up of the study in 2015, and the company found that it was not possible for the average investor to achieve the market-index returns. The difference between equity mutual fund investor and the S&P 500 was 8.19 per cent. The market return was, in fact, two times the equity mutual fund return. It was 13.69 per cent vs 5.50 per cent. Moreover, it was also witnessed that the average fixed income mutual fund underperformed consistently. The return was 4.81 per cent less compared to the benchmark bond market index.
It is important to know why this happens. Is it the fear of regret? Is it the regret theory? Investors realize later that a judgment error has been made while investing. In fact, investors become emotionally affected while selling prospects. They avoid selling at such a price that can make them feel to have made a bad investment. The embarrassment of loss also comes into force. People usually hate to be wrong or doing wrong.
Investors should ask themselves certain questions while contemplating stock selling, like whether it is the right time to sell or what consequences could arise if the same purchase was repeated. If the consequences are that the security is not liquid and reinvestment is not good, it is time to sell.
Some investors regret to find the stock has gained value that they have just considered buying. Some look for avoiding such regrets and believe in buying what others are buying. They try to rationalize the decision.
However, there are many who feel less embarrassed after losing on a popular stock as most of the investors own the same stocks.
Investor behaviour is predictable as well as unpredictable. Some believe they are rational in their decisions, while many follow what others are doing. In this article about investor behaviour, we discussed how emotions and other factors affect the investment process.
Equity is a risky product. It is volatile. Some may achieve success while some may suffer loss. Nothing is guaranteed in the financial market. Hence, sound knowledge and ample experience are required to defeat bad decisions.
Beginners and novice traders are always suggested to get equipped with basic knowledge about the market and the product before investing. A bad decision may turn to disaster and wipe off net worth. A good decision may bring fortune. It is never advised to think with emotions.
