Instead, it tells us how much change in percentage terms has happened to the production in comparison to the year 2012.
The source of the data on which IPI is based is usually varied as it includes input and output data (for example, tons of steel), hours spent by workers, sales figures (adjusted for inflation), and so on. This data is usually obtained by the FRB through industry associations as well as various government agencies. Once the data is collected, the authorities aggregate it into something useful, and we get Industrial Production Index as a result. This indicator and the output data is calculated using the Fisher-ideal formula.
If we take a detailed look at the IPI, there are also many smaller indices (sub-indices) that tell us about the output of various industries in a very detailed manner. If we look at some of the industries whose production numbers are available in the IPI, we can see common examples such as pig iron, ice-cream, carpets, wires, springs, video and audio equipment, frozen dessert, paper etc..
This data which is focused on the industries, is also very useful for those investors and managers who have a business in a specific sector. It is normal to see fluctuations in the overall industrial indicator, which tells us if there is any variation in the economic growth or not. In total, this index is important as it tells us very important information about the macroeconomic outlook of the country.
When looking at the IPI, one needs to be wary and not mix it up with the gross domestic product, which is also known as GDP. In a nutshell, the GDP also includes any value-addition in the retail sector, which is usually ignored by the IPI (industrial production index). In 2016, its share in the US GDP was less than 20%, which is very troubling news for the USA.
Capacity utilization which tells us about the strength of demand, is considered a very important indicator. If the capacity utilization is low, it tells us that the demand is weak. Such a signal is usually picked by those who have a hand in policy-making. As a result, we get fiscal stimulus to correct this problem.
On the investors front, this can be considered as a sign that the downturn is coming, but it could also mean that the authorities will introduce stimulus.
On the other hand, high capacity utilization is also not something that can be regarded as good for the economy. In fact, it tells us that the economy is overheating, which will directly translate to various risks such as asset bubbles, higher prices, and so on. Policymakers usually use various tools at their disposal to counter the issues related to capacity utilization.
Sometimes, the policymakers may decide not to intervene and regard it as just another business cycle that will eventually complete its course. But such events can head to the recession, which further increases the scale of problems.
If we look at the IPI numbers from 1970 to 2021, it looks like the output value is on an uptrend. Recently a slight drop was witnessed in April 2020 as the IPI value hit 84.20. But it has managed to rise once again, and it is now close to 99.86. However, it is still below the value of 104.17 seen in August 2018.
