Sideways markets are the most difficult to trade as compared to the bull & bear markets. When the trend is strong in either direction, a trader can manage to make money because he knows the market's general direction. However, a sideways market is a totally different thing as the price moves in a zig-zag fashion. Such a zig-zag movement of the market can wipe out both the buyers and sellers alike.
If a trader learns how to distinguish between trending and sideways market, he can make money from both situations! In fact, tons of strategies and indicators are available which are solely focused on generating ROI from the sideways movement of the market.
Do you want to learn how to take advantage of the range-bound market? Keep on reading as we take an in-depth look at this market phenomenon!
A sideways or range-bound movement results from the indecision of the market participants. If a particular asset is trading within a fixed range with resistance at the top & support at the bottom - It is called a sideways market.
You can think of a rollercoaster as an example: How it goes up, goes down, and so on. The same type of situation is usually witnessed in the range-bound markets.
When the market is sideways, trend traders usually try to stay away from any trading activity. The reason is that one can not accurately predict the possible direction of the market. The only way to make money from such a market is to identify the possible resistance at the top and support at the bottom. Once the upper & lower range is identified, a trader can buy at the support and sell at the resistance.
As mentioned above, the easiest way to spot a sideways market is to find the support and resistance zones. If the price of an asset is moving up and down without making any new high and low, then it is the first sign of a sideways market.
Another sign is the tight range and very low volatility. If the volatility tool such as the Bollinger Bands have turned flat and the distance between the upper & lower band is low, it also points towards the sideways market.
If the price starts to break above a resistance zone or below a support zone, it points towards the possible end of the sideways market. If this occurs, then caution is required because it means a strong trend in the respective direction may start soon!
A break above the resistance line means that the sideways market is going to change into a bullish market. Similarly, a break below the support line means that the sideways market is going to change into a bearish market.
One of the most important indicators for measuring volatility is Bollinger bands. Adding the BB indicator on the charts is the easiest way to tell the difference between trending and range-bound markets.
If the upper, middle and lower bands are almost flat, it means the market is in a range-bound movement. Another sign is that the distance between the upper and lower band is usually low as compared to the normal market conditions.
Another important indicator is ADX which is used for finding bullish and bearish trends. If the output value of ADX is below 25, it means that no active trend is present in the market.
RSI is another indicator that can be used for checking the sideways market. If the RSI value is close to 50, it means indecision in the market. A lot of people think that an RSI reading higher than 70 or lower than 30 points towards a reversal. In reality, an extreme reading actually tells that there is a strong trend present in the market.
It is possible to make money from a sideways market, but it is not as easy as with the trending markets. Still, if one strictly follows a strategy - it is very much possible to extract some trading opportunities from such difficult situations!
Due to the already established support + resistance zones, one already knows about the entries and exits. For example, buying at the lower range or support zone is the easiest way to enter such markets. Similarly, selling at or near the resistance is also a good way to exit the trades with profits. Another benefit is that the risk and reward ratio is also predefined.
There is one risk about a range-bound market, though: Breakout in either direction can cause a loss to the traders. For example, if a trader buys at a support zone, but the price actually keeps going lower, it means a bearish trend has started, which invalidates the buy trade.
Since the market is the collective trading decisions of millions of people, no one knows what's going to happen next. The only way to avoid any significant loss when trading during the range-bound markets is to have a good risk management strategy!
