How Does Forex Work

For newcomers, it can be hard to understand how the forex market works. The terms such as pips, spread, currency pair, TP, SL, and so on can be very confusing for those who are new to FX trading. Today, we will take an in-detailed look at how this market works and the meaning of technical terms.

Before we delve into the depth of forex, let's look at the basics first...

Supply & Demand

In the real world, everything is driven by supply and demand. If there is no demand for a product, it will cease to exist. In contrast, high demand and low supply mean that the price of a product will eventually increase. On the other hand, low demand and massive supply can drop the price of a product down.

The same is true for the forex market. A currency can gain value if its demand outperforms the potential supply. Similarly, if the supply of a currency is higher than its demand, the currency will lose value.

Currency Pairs

In forex, trading instruments are available in the form of currency pairs. To find the value of something, we need to compare it with something else. For example, the worth of meat is compared with currency (US dollar). However, when it comes to currency, we have no way but to compare it with another currency. That's why currencies are available in the form of pairs in the forex market.

EXAMPLE

A popular and most liquid pair is EUR/USD. In this pair, EUR is the first currency, and USD is the second currency. Buying EUR/USD means that a trader is buying EUR against the USD. On the other hand, selling EUR/USD means a trader is selling EUR against the USD. Buying one currency means selling the other currency and vice versa.

Bulls Vs. Bears

When a currency pair goes up, it is considered a bull run. On the contrary, when a currency drops down, it is considered a bear run. The very nature of rising and falling currencies depends on the supply and demand forces of the market.

During a bullish trend, traders try to buy a currency pair to earn profit. The opposite is true for a bearish trend.

Example: USD/JPY rises from 110.00 to 115.00. This will be called a bull run. However, if the USDJPY price falls from 110.00 to 105.00, it will be called a bearish trend.

Technical Terms

By now, you will have a basic understanding of currency pairs & why a currency moves up or down. Now let's take a look at the technical terms used commonly in the industry:

Bid: This is the current price of a currency pair. example: USDJPY = 110.01. This is the price at which trade is executed when a sell position is opened or when a buy position is closed.

Ask: This is the price that includes the broker spread. Normally, the broker adds their own share on the prices to earn from the buying and selling. If the USDJPY bid price is 110.01 then the ask price may be 110.02. This is the price at which trade is executed when a buy position is opened or when a sell position is closed.

Spread: The difference between the bid and ask price is spread. Brokers earn the difference between the two prices and is the main income stream for them.

Pip: The smallest change in the price of a currency is called a pip. example: USDJPY = 110.56. At this price, the last digit '6' is called the pip.

TP: This is a predefined price level at which a trade is closed in profit. A trader can set a take profit level on the trading platform.

SL: This is a predefined price level at which a trade is closed in a loss. A trader can set a stop loss level on the trading platform. This feature is very useful to prevent excessive losses.

Leverage: Buying $1000 worth of EUR against the USD means a trader will earn around $0.10 on 1 pip. To solve the problem of low earnings, brokers started offering their own money as a loan. By using the broker's money, a trader could buy more than what's present in his/her trading account. This is called leverage.

Technical Analysis

After understanding the basics and all the technical terms, it is time to take a look at the technical analysis.

Technical analysis is an attempt to understand what's happening with the price of a currency by looking at the charts. To make things easier, a trader can use various indicators which are based on complex mathematical equations. The benefit of using an indicator is that it provides an objective view of the market.

For technical analysis, a trader can use indicators, price patterns, candlesticks, and similar tools.

Fundamental Analysis

In this type of study, a trader looks at the news and economic indicators to check the future direction of a currency. If the US economy is showing weakness while the EU economy is strong, a trader could buy the EUR/USD pair in hopes of profit.

Similarly, If the US economy is strong while the EU economy is weak, a trader could sell the EUR/USD pair in hopes of profit. In this scenario, the trader is buying USD against the EUR.
