How Brexit Affect Pound Guide

Analysis by Andrew Blumer, Updated Last updated - March 27, 2024

How Brexit Affects the Pound

If you want to understand how the EU Referendum affects trade in the UK then read this article carefully. After the UK leave the European Union (EU) the remaining countries will start negotiations for a new trade agreement. The impact of this process can be seen in various forms, one of them is the loss of the single market. This means that trading ventures of the UK with the rest of the world will be unaffected.

Most of the countries that are outside of the EU have free trade with each other. They don't rely on the UK for their trade. When you look at their economies, they are very similar to ours. So, economically speaking, the referendum is not going to change the fact that the UK will be able to continue to do what it wants to do.

Let's say that the pound falls against the dollar because a big country (Greece) makes a big purchase of British debt. This means that the exchange rate will go down against the US dollar. If you're a British citizen, you'll be affected by this because you'll be borrowing money from Greece at a much higher interest than you are paying in the UK. However, if you're a Greek and you need money to pay your creditors then you'll be happy to know that the UK can offer you much more attractive terms since it has so many debts.

Why Do Exchange Rates Change?

Why do exchange rates change? Exchange rates are a simple way to compare two currencies and decide which one you would like to trade with. Without exchange rates, the prices of different currencies could vary too much and be out of sync. You might think you are getting a good deal from Singapore for the Okemos dollar but when the US dollar's value drops just a fraction in comparison, you will realise that you would have made a lot more money if you had traded Okemos dollars instead.

Many factors affect the exchange rates. Among them are inflation, political and economic stability, balance of payment, interest rates, and international trade. These things tend to have significant effects on the value of a particular currency. Inflation, for instance, tends to make the value of the dollar rise as the cost of living rises. This, in turn, makes goods more expensive for American consumers while at the same time causing imported goods to become more affordable to US consumers. Political and economic stability also lead to lower fluctuations in international trade.

The third reason why exchange rates change is international trade. If you are from Europe and are planning to travel to Australia, you will find it easier to get there by exchanging their high interest rates for your own low interest US dollars. This is because the Australian government has very low tariffs on foreign imports. On the other hand, if you plan to travel to the U.S., you will probably need to exchange your high interest US dollars for their Australian dollars so that you can travel freely within the country.

Who Drives Exchange Rate Changes?

The most important question to answer in relation to the question of who drives exchange rate changes is: What is driving the exchange rates of the major currencies? The economic policies of various countries, including the US, UK and Japan, are typically implemented by their central banks. The central banks buy government bonds or other financial instruments from other countries in order to make it easier for their respective governments to raise the money that they need to finance their respective deficits. When these governments have sufficient foreign reserves, they can finance their deficit without taking a big loss on their domestic balance sheet. However, if these central banks have fewer reserves, they will have to go for interest rate hikes or use other means of increasing the size of their balance sheets.

Uncertainty regarding the path of interest rates is what causes uncertainty in the Forex market and makes it so problematic. Even though market participants can use the information available to them to assess the likely impact of any interest rate changes on the Forex markets, there is still a considerable degree of uncertainty with regards to the outlook of market rates. Since market participants don't have crystal clear answers regarding what rates will be, they continue to be buffeted by large amounts of uncertainty about what the exchange rate implications might be. If the economy of a country continues on this path, we can expect there will be a further increase in the value of the US dollar and, depending on how volatile other economies might become in response to factors such as the slowdown of China's economy, the value of the Japanese yen might also experience a similar acceleration.

In terms of possible influences on the direction of exchange rate movements, two of the major players are the US dollar and the euro. The euro is one of the most common currencies used around the globe. Sterling is the currency used to pay for the British pound sterling and other countries' currencies. When the US Federal Reserve raises the interest rates it will have positive effects on the euro as well. There are mixed feelings regarding this topic within European institutions, but most analysts believe that it is only a temporary situation and that the situation will eventually normalise. As the outcome of the rise in US interest rates is uncertain, the chances of a similar move in the UK are also unclear.

Why Did Brexit Make the Pound Less Attractive?

There is no single answer to this question as it depends on the view of the individual. The simple economic theory which underpins the functioning of the UK's financial markets is that the country's central bank controls the interest rates it allows to be paid by the lenders of the banks. This essentially means that the Bank of England influences the amount of credit available to lending institutions through its control of the interest rates and, therefore, the exchange rate.

The importance of the Bank of England in the floating exchange rate therefore has lessened since the UK's vote to leave the European Union. This is because it now has an installed base of foreign currencies that it controls. These have been steadily dropping in value since the last quarter of last year. In fact, since last summer, when the Bank of England cut the base rate to a historic low, more than a third of all of the major currencies being traded on the London exchanges have been falling against the pound. This means that since the UK's vote to leave the European Union, more traders have switched their currencies over to the US dollar since the exchange rate strengthened against the pound.

This depreciation of the pound means that for British savers, investment funds and other large players on the London exchanges, they are now paying far less for the British pound compared to when the economy first began to fall out of recession in the third quarter of last year. This is because the value of the euro has dropped by almost thirteen percent versus the pound since then. This has made imported products more expensive in the UK, making imports more costly. For example, cars now cost more in the UK after they have fallen in price due to the exchange rate fluctuations. At the same time, exports have become cheaper than before thanks to lower exchange rates with suppliers abroad.

Uncertainty and Political Instability

Uncertainty and instability are not the exclusive domain of politicians. Uncertainty and political instability are becoming more apparent in many parts of the developing world. Uncertainty has been especially apparent in Latin America and Asia over the last ten years or so. Latin American leaders have also expressed concern over the prospects of a US President who may not seek re-election. Uncertainty and political instability is therefore on the rise.

Uncertainty and policy uncertainty are related not just by observers on the global stage, but also by practitioners within the United States. Uncertainty and policy uncertainty is related to the performance of American economic policies in relation to foreign countries, specifically in Latin America and Asia, which have both become important trading partners and sources of revenue for the United States. Economic policies affect American trade and foreign direct investment (FDI) and directly impact private sector growth in the United States.

Uncertainty and policy uncertainty can exacerbate economic policies' impacts on societies at a national level. Uncertainty can reduce investment and dampen economic growth. It can also impede governmental reform initiatives. Uncertainty and lack of confidence concerning the future course of events can weaken the financial system and cause difficulties in stabilising financial institutions (like banks) as well as in determining tax liabilities of individuals and companies. Uncertainty can also be a driver of political instability in Latin America and other areas of the developing world because of its potential effects on the global economy.
