In economics, hot money refers to the transfer of cash from one country to another in order to profit from interest rate differentials and/or projected exchange rate fluctuations in the short term.
In the United States, hot money really refers to short-term certificates of deposit (CD) issued by banks. In a normal economic environment, the price of a CD is set by a policy of long-range inflation targeting the long-run price of the domestic bond market. However, short-range inflation can occur in the aftermath of a depression when there is a lack of consumer spending. When this happens, the central bank, usually the Federal Reserve, will increase the fed Funds that it is allowed to control open-market operations. As long as these increases are sufficient enough to cover the difference between supply and demand in the domestic bond market, investors can obtain certificates of deposit in foreign countries at favourable interest rates.
Since most of these certificates of deposit are held by U.S. citizens, they constitute hot money. In addition, many of them are issued in different foreign currencies with which the investors have substantial interest. Because they are readily liquid, they can be quickly and easily switched from one currency to another should the exchange rate move against the United States dollar. They provide significant competitive advantage to those investors who have a comparative edge in the foreign financial markets. While this advantage allows them to gain access to a large pool of capital, it also tends to reduce the opportunities for other domestic investors to make investments in U.S. securities.
The term 'hot money' is used to describe any form of financial activity that drives up the value of a particular currency. This can include foreign currency investments, stock market transactions and even real estate property purchases by private individuals. The main driving force behind hot money is the desire of investors to obtain returns from their investments sooner rather than later. For example, if an investor expects to make a five percent return on his or her investment in a year, that individual will be enticed to purchase new property for the sole purpose of generating that same five percent return on its own. In doing so, investors not only help to drive up the value of the currency of the country where they are making their investment, they also contribute to the overall economic strength of that nation.
As capital inflows increase, economies grow. With more inflow coming in, tax revenues rise and government spending picks up. When the inflow of capital is accompanied by an increase in the demand for that inflow, both of these factors lead to a boost in the economy. By creating more economic activity, more jobs are created and the economy begins to expand. As this happens, the capital inflow serves to support economic growth, which, in turn, helps to reduce the inflationary pressures that can occur as a result of a capital shortage.
The impact of hot money on countries and banks is not a new phenomenon. For a long period of time, countries in the global South had a problem with their public and private debts. While there was some successful intervention from international credit institutions, the situation was such that a major financial crisis was felt and faced by many countries. The reason for this was that although there was a lot of external financing, it was not enough to support domestic investment in the South. While this helped stabilise the overall economic performance of the South, it created problems for the countries with bad debt.
One way of helping out countries with bad debt is to use the money created by bank lending to finance domestic investment in the South. In theory, if domestic investment is made at a high level, then there will be a positive flow of money, especially if the investment is used to develop the country's infrastructure. This will then increase the productive capacity of the country and lead to increased growth.
