Germany Economic Forecast

Despite a strong 4th quarter in 2020, the German economy still contracted, suggesting a drop in economic activity. While the other countries managed to grow their economies in 2020, the German economy contracted by -5%.

The current year (2021) is also showing a bleak picture of what's ahead for Germany. Strong growth in the 4th quarter of 2020 was largely due to the strong manufacturing sector & demand from China. We may not see such growth in 2021 due to tougher restrictions being put in place to curb the spread of Coronavirus. Only a significant drop in Coronavirus will allow re-opening of the economy in the latter half of 2021. So things will get worse before they get better for the German Economy.

For 2021, experts are seeing German economic activities as a rollercoaster. While the first quarter may show a sharp downturn, things will start to get rolling in the 2nd quarter. In the 2nd half of 2021, the German economy is expected to get back to full speed. In short, experts are eyeing a drop and rise in economic growth throughout the year - resembling a rollercoaster.

Contraction in 1st Quarter 2021

Harsh lockdown in Germany has resulted in the closure of most of the schools & businesses. Only essential businesses are allowed to operate during the lockdown. Originally, the lockdown was supposed to end in January 2021. It's April 2021 now and the lockdown is still in place.

Data from Google shows 20,000+ new cases every day (7-day average). We saw a decline in cases around mid-February but the number of new cases is back to old levels once again. Lockdown was supposed to control the pandemic - However, data shows that this wave of coronavirus is spreading at a much faster speed than the first wave.

From Jan 2020 to Aug 2020, average daily cases were below 2000. In April 2021, the daily cases are way above 20,000+ showing a strong rise in the infection rate.

With no drop in the COVID-19 cases, we may not see the lifting of the restrictions. As a result, a sharp downturn in the first quarter is expected.

What to Expect In Q2 2021

Right now, vaccination is the only thing that could drop down the COVID-19 cases. Warmer temperatures and a strong vaccination drive may result in the lifting of lockdown measures. If this happens, we may see an uptick in Germany's economic activity.

The way things are going right now, improvement in Q2 is a big IF. It is already the first month of the 2nd quarter and we have yet to see a drop in infection rate.

If this situation continues, the government of Germany may have to face a tough decision - Open up the economy despite rising coronavirus cases or keeping the lockdown in effect.

With the first option, it is possible to see better-than-expected economic growth in the 2nd quarter of 2021. However, the human cost of lifting lockdown will be too great to justify the growth in the economy.

Q3 And Q4 2021 - Strong Growth Expected

Experts believe that the German economy will enter into over-drive and deliver a+ 2% q/q in the 3rd and 4th quarter of 2021.

With vaccination of the high-risk population & decline in daily cases, we may see a social spending boom in Germany.

The unemployment rate is also expected to go down to 5.8% in the latter half of 2021.

Sectors that stand to gain the most from the social spending boom would be services, goods, and manufacturing.

A rise in energy prices is also on the cards in the latter half of 2021. However, experts are not seeing any rise in interest rates. Any forecast for a potential increase in interest rate would be called premature at this time.

Once again, the forecast for 3rd & 4th quarter is solely based on improving conditions in the 2nd quarter. If we do not see a drop in infection rate, sluggish economic growth may very well continue into the 3rd and 4th quarters.

In that case, the German economy could contract instead of expanding. In that case, we may be seeing negative numbers instead of positive growth.

The situation on the ground is very different from what experts expected at the start of 2021. As a result, forecasts for the current year may need a downward revision.

As things stand right now, Germany's GDP growth forecast in 2021 is +3.5%. This is based on a scenario where vaccination results in a drop of Coronavirus cases - Which will ultimately result in the lifting of harsh lockdowns.

In 2022, we may experience herd immunity. With herd immunity driven mainly by vaccines, the gradual opening of the German economy will take place resulting in a GDP growth of +3.8% (2022).

Fiscal policy will remain supportive of the economy despite better conditions in 2022. The reason being, a year or two of strong growth may not be enough to recover the damage done by the pandemic.
