Future Forex

The daily turnover of the global Forex market is more than $5 trillion USD, making it the largest market on a global platform. Future Forex is a growing derivative securities class within the Forex industry and in this article we will be exclusively discussing it.

What is Future Forex

Future Forex is a contract between two parties to buy or sell a currency on a pre-defined date and pre-specified contract size. The trade is executed on a Forex exchange. There are several such exchanges around the world.

Margin is a standard term in a leveraged product. It is the minimum deposit required to trade X number of goods. However, unlike the stock market, there is no borrowing of the remaining balance of the traded value from a service provider or broker. The margin here is simply an act of good faith, ensuring the two parties are involved in the trade with an obligation.

The margin in Future Forex is less than the margin in the stock market. It is even less than 10 percent of the traded value.

Forex Exchange

Future Forex is traded on exchanges, as mentioned above. There are many exchanges around the world and one of the most popular ones is the Chicago Mercantile Exchange (CME). The currencies can be traded on the exchange electronically through a computer with internet access, or an open out-cry system through live traders on a floor. However, it is important to know that the open outcry is gradually phasing out in Europe. In 2013, there were 3.16 billion Forex contracts in the CME group.

Contract Specifications

The exchanges standardize futures contracts and each contract has certain characteristics to differentiate one from the other. CAD/USD futures are delivered physically on the settlement date and the standardized size is 100,000 Canadian dollars. The trade duration is 20 months, based around the quarterly cycle of the year, such as March, June, September and December.

It is in the interest of traders to have minimum price movement, called tick; the phrase helps in understanding the properties of the trade.

In this example of CAD/USD the tick is $.0001 per CAD increments. This translates the volume of 100,000 CAD to a $10 price movement each way, up or down. In other words, the CAD appreciates from .78700 USD to .78750 USD. When considering profit or loss here, a short seller will be making a loss of 5 ticks, which is $50 per contract.

Hedging

In Future Forex, hedging is a common term. Suppose a company in the United States is doing business in Europe and expecting a payment of 1,000,000 euros for the services rendered in a period of five months. Let us consider the EUR/USD rate for this example to be $1.04. If the company fears the rate may deteriorate, it can hedge the upcoming payment. It may sell 8 euro futures contracts at $1.06 dollars per euro, expiring in five months. The value of each contract would be 125,000 euros.

The clearinghouse credits the account of the company over the course of time for the next five months as the euro further depreciates.

Following the lapse of time, the company makes a gain of $3750 per shorted contract when the fall in euro price is $1.03. The gain is calculated by 300 ticks and a multiplier of $12.50 for each contract.

The total gains for 8 sold contracts is $30,000.

If the company avoided entering the trade, it would have suffered a loss of $10,000: $1.04 EUR/USD spot during the period prior to the expiry of the futures. The total loss would have been $10,000 per 1,000,000 euros.
