Fractional Shares Guide

Fractional Shares

'Fractional Shares', as the name implies, are only a fraction of the full share of equity. It can be due to dividend reinvestment plans (DRIPs), stock splits, or some other related corporate actions. Fractional shares are not made available in the stock market, so they cannot be bought or sold on the open market. They are difficult to sell, which can only be done through a broker.

Fractional Shares - Key Highlights

Fractional Shares - Explained

Fractional shares come into existence with stock splits, dividend reinvestment, acquisitions, or mergers. Let us have a deeper look at each of these.

Stock Splits

Stock splits usually result in odd numbers, like 3-for-2 crates, or something similar. An investor owns every two shares and the odd number ends up as fractional shares. For example, 7-and-half will become 8, and 4-and-half will become 5.

Dividend Reinvestment

Most of the time, the DRIP creates fractional shares. 'Under arrangements' by the brokers, or dividend-offering corporations, allow investors to reinvest the dividend in the same shares.

Mergers and Acquisitions

These two steps create fractional shares as new stocks are combined by the companies using a predetermined ratio. Some brokers intentionally split the whole shares for the purpose of selling the shares to clients.

The division is usually seen in high-priced stocks like 'Google' and 'Amazon'. Fractional shares make it easy for investors to buy high-priced shares.

Suppose a beginner or amateur investor seeks to buy shares of 'Google' and 'Amazon', but may not be able to invest in them due to limited funds. With the arrangement of fractional shares, the trader can buy 'fractions' of the high-priced shares.

Many investors like to use the fractional shares feature in the following way: they may invest half of their capital into 'Google', and the remaining in 'Amazon'. This is a better option compared to buying low-priced shares in full.

It is important to note here that during the events of acquisitions, mergers, or splits, the shareholders get the choice to either go for fractional shares or obtain cash in lieu. Note that the money received could be taxable.

Fractional Shares Trading

Fractional shares trading is not possible in an open market. These can only be traded through major brokers as they can comfortably join other fractional shares to make a whole share. Moreover, fractional shares are only easy to sell to brokers if there is a demand in the marketplace. This is the reason why selling fractional shares can take longer than expected at times.

Usually, investors avoid holding fractional shares unless they end up acquiring them due to one of the reasons mentioned above.

Suppose an investor has 225 shares of Company A, with each unit pricing $12. Following a 3-for-2 split, the result will be 337-and-half units of shares priced at $8 per share. If the stocks of Company A are in high demand, the fractional shares can easily be sold through brokers. The broker who buys the fractional shares sells another half share to make a total of 338 units of shares. This becomes full and ends the fractional shares.

Fractional Shares - Real Example

'Interactive Brokers' was the first among major online brokers who offered fractional shares trading, in November 2019. Later, on 29 January 2020, another major broker, named 'Fidelity', announced that they were offering fractional trading of ETFs and equities.

Fractional Shares Verdict

Fractional shares are good for beginners and rookie traders, but it is not a good option for active investors, as selling the shares can become difficult. No conventional traders want to obtain and hold fractional shares, unless they are the result of a stock split, merger, or acquisition.

Many believe fractional shares are best when owning high-priced stocks with partitioned capital, like: one-third is to be invested in Google, another one-third in Amazon, and the remaining one-third in Apple. This also helps in diversifying one's portfolio.

However, for those who prefer trading fractional shares due to certain personal reasons or trading strategies, it is suggested to deal with one of the major brokerage houses as selling could then be made easier. Without a good broker, the fractional shares could not be easily sold and one would need to hold on to them indefinitely, and unnecessarily.

Before wrapping up, we would advise trading amateurs to remain away from such arrangements, even though it is aluring to own high-priced shares with limited capital. It is far better to invest in penny stocks of companies with the potentiality for good growth in the near future.
