Some of the commonly traded instruments in the Forex market are currencies, bonds, stocks, bills, etc. To make it more precise, all the financial instruments in the forex can be divided into seven different categories:
Among these 7 types of financial instruments, the most commonly used is the Spot. In spot trading, a person can only buy with the money present in his/her account. Usually, there is no leverage involved as well as no interest rate. The spot transaction is also a lot easier to understand as compared to the swap, future, or option. The other types of instruments are usually very complex and can be troublesome for new or inexperienced traders.
Exchange-traded funds are a different type of investment as compared to the rest of financial instruments. Most of the time, these ETFs are based on popular indices such as NASDAQ and S&P500. To put it short, an ETF duplicates the up & down movement of an index.
An EFT which is a composition of various US-based stocks can gain value if the US dollar weakens. Similarly, a share-focused ETF can lose value if the USD gets stronger against its peer currencies. So, one can say that exchange-traded funds can also replicate the movement seen in the currency market.
Some ETFs are also composed of various currencies used in the world. Such open-ended funds can gain value with a weak USD. Similarly, the fund will start to go down with a strong USD (US Dollar).
Future contracts are very different than spot contracts. In future transactions, the delivery time is usually around 3 months. On the other hand, a spot transaction is completed within 2 days (around 48 hours). Some of the common features of spot contracts are:
Options can be in any form, such as forex, stock market, etc. This is very different than spot trading. In this type, a trader enters gets a right to exchange one currency with another at a specific rate and time period. However, if he doesn't wish to complete the exchange, he is free to do it too!
Among all the different types of options contracts, forex-based options are the most liquid and most famous among the traders.
As the name 'future' implies, this type of contract usually matures at a future date and comes in different contract sizes. As the nature of future trades is different, they are not traded on the same market where spot trades take place. For future trading, different exchanges are used.
A standard time period of a futures contract is around 3 months. The same duration can be seen in the forex and commodity sector too. A downside of future transactions is that they usually carry a certain amount of interest. On the other hand, spot transactions are free from interest.
This is different than other types of contracts because no money is involved at the beginning. Money is only involved at a time and date fixed in the future.
In a forward contract, two sides agree to sell, buy or exchange a specific asset at a pre-determined time and pre-determined price.
Some of the benefits of forwarding contracts are hedging, diversification, and lowering the risk.
SWAP is commonly known as the currency swap and is similar to the forward contracts. This type of contract is specifically designed only for currencies.
In a currency swap, person A and person B agree to exchange currencies at a specific time in the future. To give you an idea, a currency swap can have up to 30 years of the maturity date. Of course, that doesn't mean that every swap transaction will have such a long maturity duration. In a swap transaction, no interest rate is earned as it is just a forward transaction & the interest is in the form of different currencies.
The word pair in the 'Currency pairs' means two currencies. So a currency pair means a combination of two different currencies. For example, USD/JPY. In this example, there are two currencies: USD and JPY.
The USD/JPY pair tells the value of $1 USD in Japanese Yen (JPY).
Another example is the EUR/USD. This currency pair tells the price of 1 EUR in the United States Dollar.
In most of the currency pairs trading, no actual currency is bought or sold. Why? Because most of the currency pairs operate on the CFD model.
Buying a currency pair such as USD/JPY means a trader is buying USD against JPY. In other words, a trader is bullish on the USD and bearish on the JPY. Similarly, selling a pair such as USD/JPY means a trader is selling USD and buying the JPY. In this case, if the currency pairs fall in value - The trader will earn money.
