EMA stands for exponential moving average and WMA is an acronym for a weighted moving average.
EMA is a type of moving average that places more significance and weight on the current data points. It is sometimes also called exponentially weighted moving average, as it reacts more significantly to current price changes than the SMA does.
EMA is used to identify the buy and sell signals that emerge from divergences and crossovers of the historical average. Various EMA lengths are used, for example 50-day and 100-day moving averages.
Similar to EMA, it is a technical indicator used to generate a trade direction. This is so that traders can know the buy or sell point before making a trading decision. Greater weight is given to the current data points in the tool. Each observation in the data set is multiplied by a predetermined weighting factor and the result is the WMA.
SMA is basically an arithmetic moving average. The recent prices are added first, and thereafter the result is divided by the number of time periods. The short-term average responds quickly to the price changes of the underlying security, while the long-term average is slow in responding.
Moving averages are used for analysis as well as trading signals. As an analytical tool, the moving average highlights the current trend and reveals if the price point is above the moving average. This would mean that the current price is more than the average price over the certain period that is being analyzed. In this way the uptrend is confirmed.
If the price point is below the moving average, it means that the current price of the underlying asset is lower than the average price over a period of time. In this way the downtrend is confirmed.
In the first case, when the current price is above the moving average, it is said that the price is getting stronger compared to its position in the past. Similarly, when the current price is below the moving average, it is said the price is decreasing.
One shorter-term moving average and one longer-term moving average can be combined, for example a 20-period and a 50-period. If the 20-period moving average moves above the 50-period line, it means the momentum of short-term price is heading upwards. Similarly, if the 20-period moving average sits below the 50-period line, it means momentum for the short-term price is heading downwards.
EMA is capable of providing the buy signals if it is clubbed with Keltner Channels. If the trend is up, it means a buying opportunity. If the price trend is down, it means selling is better.
It is important to note here that one type of moving average is not necessarily better than other types of moving averages. All of these calculate differently. It completely depends on the strategy a trader is using. One type may work better than another based on one's trading strategy. It is, therefore, always suggested to use different moving average combinations to identify the perfect buy or sell opportunity.
The moving averages calculation even differs from market to market. It is important to adjust the necessary settings. A 50-period SMA may work perfectly for one stock, but it may not be perfect for another stock. Similarly, a 20-period EMA may work excellently on one futures contract but not in most futures contracts.
Moving averages are basically tools to calculate and predict the best buy or sell opportunity. Trading decisions are based on the results of these tools. The interpretation is completely based on the trader, as no indicator can be guaranteed to work well in all the market conditions or at all times.
EMA, WMA, and SMA are tools used by traders to identify the best trading opportunities and predict market movements. Although the uses can be different, the objectives of these are the same. It is, therefore, suggested to use multiple tools to maximise the validity of the prediction.
Beginners and novice traders are recommended to learn the skill of understanding these tools in order to perform better in trading.
