The common practice used to derive the Dow Futures contract value is by multiplying the DJIA size by 10. Suppose the trading is at 25,000, the value of the contract will be worth $250,000. Although, the calculation is not restricted to multiples by 10. There are some contracts that are multiplied by 5 or 25. It should be understood here that the various multiplications will also impact the potential loss or payout.
In the two-party contract, one believes that there will be rise in the DJIA value, while the other expects a fall. On the pre-defined specific date, or the final settlement date, one party will pay the other in accordance with the value.
In simple terms, whoever is wrong needs to pay. If the index goes up, the party who is buying the futures will earn a profit. If it goes down, the party who is selling will make money.
We can understand better with an example. If the value is at 25,000, the futures will be worth $250,000. If the DJIA is found to be trading at 25,500 on the final settlement date, the party who sells the contract owes the other party $5,000. If it is found to be trading at 24,200 on the specific date, the party who buys, owes the other party $8,000.
If an investor is buying a single stock, he speculates on selling if the value moves up. If he takes a short position, he speculates on buying if the value goes down. Going short allows him to buy at a comparatively lower price than what he sold the stock for.
A similar idea is used when one thinks the whole market will go up or down. Trading Dow Futures allows speculating on the entire market, and potentially, a trader makes money with the movement of the market.
If the prediction is wrong, the trader suffers loss, and legal obligations stand to enforce the loss. In stock purchase, the trader is not under any obligation to sell the position. One can hold the stock.
