Diamond Bottom

What is a Diamond Bottom?

A diamond bottom is a bullish trend reversal chart pattern. A diamond bottom must be preceded by an oversold and/or depressed market. This pattern typically marks the end of a long-term bull market and investor indecision. Volatility and oscillations rise sharply in the opening half of this pattern; then rapidly decrease in the second half of this pattern (the reverse trend).

In the context of a bull market, the term 'diamond bottom' refers to an overbought situation with the price of an asset (a security) rising above the psychologically-comfortable level of its natural market price (the level where investors would be comfortable selling their assets if they were expecting to earn a return). In this case, the target price is likely to have been pushed up too far from where it would normally be when the market becomes bearish. A diamond bottom can last anywhere between one to two weeks; a pattern that is highly reliable and has a high likelihood of occurring.

A price movement on a chart pattern like the shoulders pattern is an indication that a reversal may be approaching. This indicator points to a price bubble. The bubble will soon burst as the price move is broken lower. A price bubble is a strong buy signal to enter a trade with the trader. Conversely, a price movement that is broken lower than the shoulders pattern indicates a possible sell signal.

What Does a Diamond Mean in Trading?

The diamond bottom in trading is a term used to describe those stock traders that are lowest in the charts and at the same time, lowest on the swing. This is attributed to the fact that this type of trading takes place in smaller time frames and that trading smaller amounts results in more accurate trading signals. What makes diamond bottom in trading so unique is the fact that it takes place primarily within the major exchanges. It therefore requires a great deal of knowledge about the market and technical analysis skills to achieve success with this trading technique.

One of the most common tactics employed by those at the diamond bottom in trading is price action. Price action involves viewing the history of a particular stock price and identifying its support and resistance levels. Once a stock has broken out of these levels, a diamond enthusiast will often times place a sell signal on that stock. Once a sell signal is obtained, it is often followed by a buy signal from another investor or by a combination of both depending upon the psychological conditions of the market at the moment.

Understanding Diamond Bottom Formation

Diamond bottom formation occurs when the price of an asset, equity, commodities, currencies, bonds or any other financial instrument experiences a sharp drop. There are many theories behind the formation of this pattern. The most common one is fundamental analysis where traders look for possible signs of over appreciation or over valuation of an equity or debt security. Another is technical analysis, which looks for the possible support or resistance levels that the market may set during the course of a trading session. One of the most important things traders should know is how to identify the proper time to enter and exit the market for maximum profits and minimum losses. This is what we call trading psychology.

Diamond formation may also be referred to as the price action formation, price relevance or price action continuation. Traders who practice technical analysis are most familiar with price action formations but let's discuss why we use this term here rather than other popular trading terms such as the gann method, relative strength index, exponential moving average and such. Basically this trading strategy is about identifying the price patterns and formations that could indicate market breakouts, support or resistance levels and overall price movement within a market. It can be used to develop a trading strategy that works best for you.

Diamond Bottom Reversal Signals

The diamond bottom in trading refers to the point at which a stock is bought and sold at a lower price than the prevailing market price. A stock that falls to this bottom will be bought by an investor for a much lower amount than its cost. Traders call this bottom an entry point. An entry point is typically thought of as the cheapest point at which to buy and sell.

Some stocks follow this diamond rule, especially when the company producing the stock is profitable. When a company is profitable and the price per share is increasing, investors may want to purchase shares of the company's stock. If they were to set their purchase price at the current lowest point possible, they could get a bargain price on the stock. At the same time, if the company were to fall to a new all time low, they could lose most of their profits from the sale.

Some stocks are known to have fallen to a diamond bottom in trading. This occurs when the supply far exceeds the demand. When a company releases new inventory, the supply far exceeds the demand and the company find itself selling off large quantities of the product. Because of the high demand, the price is driven down to a diamond bottom. Because this type of stock has so much demand, it can be a good trading strategy.
