Delta traders understand the risks that may arise when trading options contracts. This is because such a strategy helps traders understand whether or not a contract will either expire in-the-money or out-of-the-money with respect to price tracking of the underlying asset and in relation to the options price itself.
A delta reveals the option contract will reflect the changes in price of an underlying asset exactly. If there is an increase of $1 in the underlying asset, there will be an increase of the same amount in the option price. Similarly, a decrease in price is also mirrored.
This means a delta of 0.75 on a call option mirrors an increase of $1 in the underlying asset price, constituting an increase of $0.75 in the call option.
With a -0.25 delta the put option price will decrease by $0.25 for every $1 increase in the underlying asset price.
Let us assume that a trader is holding 100 shares of a company and decides to hedge against any adverse price movement of the underlying asset. They take on a call option and the delta is -0.50.
If there is a share price decrease by $1 the put option price will rise by $0.50 as the price of a put moves inversely. If the price of the shares decreases from $20 to $19 per share, the put option will be worth more by $0.50 per share. The loss is hence mitigated.
Aside from this strategy, a trader also holds a short position and can use a call option to hedge this position. If the call option is a delta of 0.50, an increase of $1 in the share price may make the call option worth more by $0.50. Suppose a unit of share is being traded at $20, the price may increase to $21. Thus, the cost of the call option is $1 and the price of the option is increased by $0.50 per share.
A trader can reach a delta-neutral state to fully hedge their position. Here, the price movement of an option is balanced perfectly in relation to the underlying asset price movement. To achieve this, a trader can take up several positions until it is seen that the delta mirrors precisely the underlying price movement.
However, it should be noted that the delta-neutral strategy is just for use by advanced traders as it requires constant monitoring in order to make its purpose effective.
