Who is to be blamed for the recent global recessions? Most devastating recessions are said to be due to asset price bubbles. A couple of bubbles that come to mind are the 2000s real estate bubble, the 1990s dot-com bubble, and the 1920s stock market bubble.
These so-called asset bubbles turn out to be devastating for such businesses and individuals who invest very late into them. In other words, those who invest just before the bubble bursts are the greatest losers. This means that asset bubbles are similar to pyramid scams or Ponzi. Net worth is completely wiped off and businesses are highly exposed to failure, with debt deflation is cascaded. Financial panic is on the cards in a situation such as this. Other parts of the economy are also affected, and this results in unemployment as well as lower economic and industrial production.
Asset bubbles arise in correlation with the rise of real estate, bonds, stocks, and other assets at a rapid pace and by not abiding to the underlying fundamentals of the economy, justifying spikes in prices and equally fast-rising demand for products.
It is never unusual to witness the rise and fall of prices over time due to the movement of buyers and sellers towards equilibrium in their successive trades. Prices may shoot up, but within the fundamentals. Economists have demonstrated such a pattern in heavily controlled experiments.
In practice, prices may go above or below the implicit equilibrium as supply and demand fundamentals change, but the price discovery process always remains in motion. It is also true that prices tend to move toward such equilibrium over time as investors gain experience as well as information about market fundamentals.
The prices in it for a given asset class shoot up faster than the implied market equilibrium price does and remains high instead of correcting itself with respect to expected equilibrium prices.
This process happens with the expansion of credit flow and money supply in the market and as an aftermath buyers obtain an increased ability to continue to bid higher and higher for prices.
If the monetary authority or central bank increases the credit flow and money supply of a nation, then money enters into the hands of some market participants and thereafter gradually spreads with successive transactions. This results in a price rise, and such a phenomenon is similar to periods of historic price inflation. However, not all prices of goods are affected.
The early recipients of this increased money supply or credit inflow usually bid up the prices of goods and assets. They buy ahead of the economic rise. This is known as the Cantillon Effect. If the buying activity of a specific asset increases, prices increase too when compared to other assets.
This produces a bubble and the prices are driven even higher by the so-called Cantillon Effect as well as the relative demand for other goods.
A financial bubble is like a snowball, and opportunistic investors continue to bid prices up. This results in further speculation, and the phenomenon does not work as per market fundamentals. The expectation to receive higher returns in the future with such assets drive buyers to bid high.
When does the real trouble come? Problems arise when the bubble picks up a very high speed and investors cut corners, even those who have no experience of investing, taking note of expected profits over the short term.
Debt bubble investing is one of the worst steps to take for an investor in the financial market. It is further worsened if a business or investor invests just before the bubble bursts. With the burst of a bubble the net worth of investors is wiped off significantly and sometimes this leads to a recession, or even an economic depression.
Beginners are advised to only follow the market fundamentals when investing. Debt bubble investing fails to follow such underlying fundamentals.
