What is Fiat Money?

Fiat money is any currency based on credit, which exists not as something distinct and particular to a country but rather as something universally accepted as legal tender. In other words, it is a common currency existing independently of a particular nation that can be accepted and traded internationally. Fiat money therefore is not intrinsically valuable and has no value independent of the governments which issue it. Rather, it has only exchange value because some third party or government maintains its value, which may be expressed as the purchasing power of money against other currencies.

When we say 'fiat money', we are referring to any currency that is not backed up by physical gold, silver or some other commodity. Fiat money therefore is nothing more than a stock or bond whose value is not determined by the production or availability of gold, silver or other commodities. The value of such currency depends exclusively on the political will of some particular state or countries and their domestic economic situation. For instance, if a country is experiencing economic problems and is about to default on its foreign debt, then its currency will lose value due to the loss of investor confidence in that government. Investors therefore sell the currency and take their funds out of the country. This will cause inflation, which will push up the value of the dollar relative to other foreign currencies.

Fiat money is nothing more than paper-based assets that cannot be taken to replenish the supply of the underlying commodities. As long as there is inflation, there will be hyperinflation. What this means is that there will be paper wealth and paper losses, not actual commodities on which money is based. In the case of hyperinflation, governments can print as much paper money as they want in order to jumpstart the economy. But it will eventually lead to hyperinflation, because there will not be enough commodities to back the money.

What Are Commodities

Commodities are products that are purchased and sold on futures contracts. A futures contract, when entered into for trading, promises to pay the holder a certain price for a certain amount of time.

Since fiat currency does not carry any inherent value, commodity money has been subject to rigorous questioning by many governments over the years.

Governments all over the world, including the United States government, have debated the value and necessity of fiat currencies. The argument against them is primarily that they create artificial inflation. Since most nations issue their own fiat money, the practice of government printing is called hyperinflation. This can cause significant shortages, causing prices to rise rapidly from their base rates, which are typically lower than the rates of exchange for other commodities in the market. In some cases, hyperinflation has even led to the depreciating value of certain types of commodities. In this instance, the supply of the commodity is cut and the demand for it becomes unimportant.

Fiat Currency and Inflation

The simple answer to this question is that it protects the value of the fiat currency that is in effect, the debt currency. Why is it that many governments protect their currency by having a precious metal reserve that is not used up? Well there are many answers to this question, but the most important one is interested. Interest is the driving force behind inflation. If there is inflation, then the value of the precious metal that is backing the bond or currency lessens over time, and that reduction will cause an increase in demand for the commodity money that is in effect, the debt currency.

So we have inflation, and a decrease in the supply of the precious metal that is backing the bond or currency. This increases the demand for the base commodity money, the dollar. What does all of this mean? Well, its basically a crisis for the economy. And we have been in these crises before, when gold and silver were using to back the dollar. In previous recessions, the fed used to allow large holders of gold and silver to keep their assets and prevent a large drop in the price of gold and silver which led to hyperinflation.
