A call option is a contract which states that you can buy at a specified price at a set time in the future. Using that note or contract, you can buy from the supplier if you wish, or you can choose not to buy it. Either way, the contract gives you the right to buy at a specified price in the future. That's how the call option works in the trading world and operates on the same principle.
Some of the asset classes in which this type of contract works are stocks, commodities, currencies, and many more. On the other hand, another contract, known as a put option, is the exact opposite of the call options. With a put option, a person sells the asset at a specified price in the future but is not forced to carry on with the contract. If he wishes not to go ahead with the contract, he is allowed to end it.
Let's say that you want to buy 1000 shares of Tesla at a $400 price sometime in the future. You get the right to buy 1000 shares at the specified time (expiration date) only at the specified price by getting a call option. Once again, the trader has the right, but is not obliged, to buy the shares.
In another example, a trader might decide to obtain a call option contract for Apple Inc. In this example, the trader gets the right to purchase X amount of Apple shares at the specified price ($400) in the next three months. During that time, the value of the contract will also rise if Apple's stock appreciates. Once the expiration time is reached, which will be three months in this case, the trader gets to choose from two different options:
The privilege and right to buying a stock at a fixed price in the future come at a price. The cost associated with these types of contracts is called the premium. For example, if the buyer's price to buy shares was $150, but the stock price is below the $150 at the specified date (expiration time), the buyer will experience a loss of premium. In technical terms, this is called maximum loss.
The market price of the call option is called the premium. It is the price paid for the rights that the call option provides. If the underlying asset is below the strike price at expiry, the call buyer loses the premium paid. It is the maximum loss.
Let us look at another scenario. This time, the stock price increased above the $150 (strike price) mentioned in the contract. In this scenario, the trader will start to see profit from his options contract. The profit's formula is given below:
Profit = (Current Price - Strike Price - Premium) x # of shares.
Through this formula, a trader can determine the profit they made from the contract.
For example, the TSLA stock price is $500 while the strike price was $450. The cost of the contract was $5. So we have to subtract the $500 from $450. The result will be $50, but that's not the final profit as of yet. We have further to subtract the $5 from the $50. The final profit will turn out to be $45 after removing all the costs and performing all the calculations.
A trader may have different reasons for buying call options. If the trader believes that a specific stock will rise, he may decide to buy a call options contract. He buys the call options contract for $300, for example. If the stock price rises to $400, the trader can sell his contract to someone else. The price of $300 was fixed for the first trader, but when he sells his contract to the 2nd party, the price will be $400. In this transaction, the trader earned around $100, which is the difference between the two prices.
Call options include leverage which can prove deadly for new and even experienced traders. Do you believe that the famous investor Warren Buffet got rich by using an insane amount of leverage? The man only buys with the money he has, and that's where his power is.
By buying a call option, a trader gets fixed in a contract. In the future, if the asset price falls, the trader will still be in a contract and would have to buy the asset at a higher price than the current market rate. If he decides to sell his contract, he will incur a loss once again from the call options contract.
That is why we only recommend stock with simple market orders which are easy to understand and execute.
