The Bull Put Spread is an options strategy used by bullish investors who believe they can witness a moderate rise in the price of an underlying asset. Under such circumstances, the buyer can exercise his right to sell the stock at a higher strike price. It means the situation is not favourable for the option writer.
The premium received is reduced based on the level of stock price dip below the strike price. A bull put spread is designed that the seller can retain the premium he earned from selling the put option even after the price drop of the stock is witnessed.
The strategy is equipped with two put options which have the same expiry date. The first is bought by an investor at a premium, while the other is sold at a comparatively higher strike price. He gets a premium with the sale.
If both the options expire worthlessly, the investor profits the premium received by selling the second put. If the price of an underlying asset closes higher than the highest strike price, the options expire without any benefit.
So, investors who have a bullish attitude use the bull put spread to make more profit with limited downside. However, the profit is not guaranteed, and the strategy is equipped with risk.
Suppose a bullish investor sells one put option of Apple stock for $8.50. The strike price is $280, and the expiry period is one month. He buys another for $2, having a strike price of $270. The expiry period is the same one month.
He earns a net credit of $6.50 ($8.50 - $2). As one options contract is equal to 100 units of shares, his total received credit is $650.
If the stock price at the expiry rises to $300, the maximum gain is $650. There is no additional profit.
If the price dips to $200 on expiry, the maximum loss is capped at $350, which is $280 - $270 - ($8.50 - $2) x 100 shares.
Ideally, he should have been looking to close above $280 per share to get maximum profit.
