A breakout is a bullish technical analysis term that depicts a price movement that exceeds a predefined resistance and continues to sustain high prices for an extended period before moving back towards a more normal trend. Breakouts are often accompanied by a surge in share volume, driven by market makers who attempt to fill in the gap between their purchased positions and available supply. This action results in shares selling off and new shares coming into the market, resulting in a sharp price reversal.
The price action of breakouts is often determined by traders looking to identify the point of reversal. Traders look to influence the direction of the trend using signals and indicators. In the case of resistance, it is usually the psychological level of resistance, which has been surpassed, whilst in the case of support, it is the relative strength index (RSI) that is broken, usually in a volatile market. Traders use breakouts to take advantage of these psychological factors because they provide an opportunity to enter a profitable position in a market already under pressure.
Price is normally tracked using a moving average which gives us the idea of price movement over time. But there is a lot more to identifying a breakout stock than just this simple line. Two types of patterns can be used to identify these stocks. The first is a triangle pattern that shows resistance and support levels and helps us determine if the price has strengthened or weakened in relation to the support level. The second type of pattern is called the head and shoulders pattern and is very similar to the triangle but shows us if the price has strengthened against the resistance level.
To spot a breakout, you need to be keen to look for a candlestick formation on either the head or shoulders of a triangle pattern. If you see such a pattern, this indicates that the market will reverse shortly, and you should get in and out of your position quickly. Usually, traders wait for a support level before selling. They hope that the market will soon reverse, and the support level will provide them with an exit point before the price starts to retrace and start a new downward direction. When looking for support and resistance levels, it is important to remember that they are often temporary. More often than not, traders find themselves holding positions for days or weeks before deciding to exit their positions.
Many Forex traders spend way too much time analysing breakouts before they place a trade. It is not good because if you are not going to take advantage of a breakout opportunity when it presents itself, you will never make any real money in the markets. Breakouts are the best times to buy, and selling at these times is what will make you money. So how do you know when to enter and exit a breakout?
Most novice traders do not take enough consideration into why breakouts occur. They see price action on their charts, study their charts for support or resistance levels and get rid of them as soon as possible. Remember, breakouts are the perfect time to purchase if you have been waiting for a good entry.
Forex's two major supports and resistance levels are important indicators for price direction in most price movement patterns. If a currency has multiple support levels, the price will likely encounter one of these levels during a breakout. Traders will know this is the case and will often quickly act on it. If you have been buying on a breakout, you should now sell to lock in profits and close out your position as fast as possible.
One of the keys to trading with breakouts is to execute short trades. Most traders wait for the price to go lower on its own and then enter long positions in hopes of making money when the price goes lower. While this strategy can work well in certain situations, it rarely works out well in general. If you have been trying to execute short positions consistently, you may not be making enough income from them to justify holding onto your positions.
For most Forex traders, a breakout is the first indicator they see that suggests an upward reversal. The key to identifying a breakout is understanding that breakouts are not caused by a single or a combination of factors. Many things can cause a breakout, and if you understand what causes them, you are well on your way to becoming a profitable trader.
In technical terms, support and resistance occur during breakouts. Support normally indicates that the price has broken resistance and taken it in a new direction. Resistance can be from a previous price peak, or it can be from a range between two support and resistance levels. Many traders use the midpoint of a chart as the point where a breakout will occur.
Another indicator that can be used to identify breakouts is the difference between the highs and lows of the last trading day. Traders will often plot support and resistance levels, but they will break out of their trades and go on a rogue run once in a while. If you notice a clear difference between the highs and the lows of a given day, this is a good sign that traders are about to enter a profitable trade and the best time to enter is when the tops and bottoms are about to make a comeback.
