Among all trading tools, the most popular and versatile tool is the Moving Averages. They can be used alone, or multiple moving averages can be applied on the chart. From showing trends to acting as dynamic support or resistance, moving averages have a wide range of applications in the trading field. However, most traders fall into some common mistakes associated with the use of moving averages. Today, we will look at how to use the moving averages accurately and the best settings for this indicator!
Before a trader embarks on the journey of trading and using Moving Averages, the first question that comes to mind is: What's the best moving average? EMA or SMA?
On the surface, the only difference someone new could identify is the difference in name. However, the basic calculations of the Simple Moving Averages & the Exponential Moving Averages are very different.
The basic calculation of Moving Averages works this way: Based on the specified period (for example, 20), it would calculate the average price of past 20 candles. On the H1 chart, it would mean the past data of the last 20 hours. On the D1 chart, it means the data for the past 20 days.
A simple moving average uses the above-mentioned formula for calculation. The exponential moving average also works on the same principle with a little difference: It gives more weight or importance to what's happening in the market recently. In case of a quick trend change or sudden price movements, the EMA will be the first to respond. On the other hand, an SMA might not respond to the sudden price changes as quickly as the EMA.
In short, SMA is usually slow to respond to recent changes in the market. On the other hand, EMA is very fast and the first to respond to recent market changes. However, any sudden price movements can cause the EMA to start moving up and down with no clear direction.
The advantage of the EMA is also its disadvantage. On one side, it can give early signals of a trend change as compared to the SMA. However, it can also fall prey to any erratic behavior of the market and point toward an opposite trade signal.
In the end, it depends on your trading style as well as your risk sentiment. If you like more frequent action, then you should use EMA for the trading signals. If you want to wait till a trend is established and is not in the early stages, then you should go for the SMA.
For swing trading, both the SMA and EMA indicators can be used for trend changes and trading signals.
The one question asked by almost every trader... The best period settings for Moving Averages depend on how frequently you want to trade. If you want to open multiple trades during a day, then you would be better off with short period settings such as 10, 20, and so on.
On the other hand, if you want to swing trade or you are a position trader, you can opt for long-term periods such as 50, 100, and so on.
There are two schools of thought when it comes to trading. One side believes that the most commonly used and famous Moving Averages should be used. Why? Because the same period settings are used by all the other traders too. As a result, the price of an underlying asset is more likely to react to a moving average with a commonly used period setting. If you add 200 SMA to the chart, you will notice that the price reacts a lot when it gets closer or touches that line. If you come up with a random number period for MA, the price might not be reacting that much to that line.
The other side believes that commonly used MA periods have become common knowledge and are prone to manipulation by bots and clever traders. So they come up with unique period settings for the Moving Averages. It can be based on recent trading experience, market conditions, or extensive backtesting strategy.
Based on the trading style, the following periods can be used in the Moving Averages:
A combination of the 50, 100, and 200 periods can be used for the exponential moving averages indicator for swing trading. Add the three EMAs on the chart and assign different colors to each line. Wait for the 50 EMA to cross above the 100 and the 200 EMA line. Once the line crosses above the 100 and 200 EMA, it means the start of a long-term bullish trend.
