Tenkan-Sen is a line based on the data of 9 candlesticks and is known as a conversion line. Therefore, you can think of it as the fast-moving line.
Kijun-Sen is the 2nd line and is also known as the baseline. This line is based on the data of 26 candlesticks. Therefore, think of it as the slow-moving line.
A third line is also present, which is known as the lagging line. It is a simple moving average based on one period. This line follows the current closing price, but it is plotted 26 candlesticks back. You may think, what's the point of the lagging line. We will explain the lagging line in full detail later on.
Another important component of the Ichimoku is the Ichimoku clouds made from two lines, the Leading Span A and Leading Span B. Together, these two lines form a cloud that can keep changing its colour from a bearish to a bullish trend of the market. In addition, the cloud also plotted a few periods in the future to show the possible future direction of the market.
Since this indicator shows so much information, it can be used in several different ways.
Let's start with the clouds. If an asset price is trading above the clouds, it means a bullish signal. But if the price is trading below the clouds, it means a bearish signal. A more neutral signal is generated when the price is inside the clouds, which means a struggle between the bulls and bears. In this scenario, a good strategy is to trade the winner. If the price breaks above the cloud, one could go long and vice versa in a break below the cloud.
A crossover of the Tenkan-Sen and Kijun-Sen can also be used to generate bullish or bearish signals. If the fast-moving line (Conversion Line) moves above the slow-moving line (Base Line) or is trading above it, it means a bullish signal. If the fast-moving line (Conversion Line) moves below the slow-moving line (Base Line) or is trading below it, it means a bearish signal. You can think of the crossover between these two lines of Ichimoku as the same thing seen with MA crossover. But the lines of Ichimoku are based on different settings and calculations.
Last but not least, let's look at the lagging line. You may think that this line has no benefit as it is just the close price of an asset, but this lagging line has an important use. For once, you can check if the lagging line is coming closer to previous candlesticks or not. If it is in contact with previous candlesticks, it means potential to support or resistance zone. Another important signal is generated when the lagging line closes above or below the Ichimoku cloud.
If the lagging line closes above the cloud, it means a bullish signal. On the contrary, if the lagging line closes below the cloud, it means a bearish signal.
Another use of the lagging line is to establish whether it is trading below or above the cloud. If the line is trading above the cloud, it means a bullish signal and vice versa for the bearish signal.
By combining the different components and signals generated by this versatile indicator, a highly profitable Ichimoku strategy can be created.
If we combine all the different signals, we can develop a simple strategy stated below.
If the 'Base Line' and 'Conversion Line' crossover is bullish, it means step #1 is completed.
Now, look if the price and these two lines are above the cloud or not. If above the cloud, it means step #2 is completed.
Now, look at the location of the lagging line. If it is above the cloud, step #3 is also completed, and you can take a bullish entry in that particular asset.
