Bear Put Spread

A bear put spread is a popular trading strategy used in a bear market. It is alternately called a long put spread or debit put spread and is implemented when a moderate-to-large price dip is expected. The cost of holding the option trade is lowered by using this strategy.

Investors purchase options and simultaneously sell an equal number of puts on the asset equipped with related expiry dates at a lower strike price. The differences between the two strike prices are subtracted with the cost of options to earn maximum profit.

Suppose a stock is being traded at $30 and an investor uses the strategy to buy one put option contract for $35. He buys 100 shares or contracts at $475, which is the multiplication of 100 units with $4.75. Simultaneously, he sells one put option contract of $30 for $175, which is 100 units multiplied by $1.75.

Considering this example, it is found a total of $300 ($475 - $175) is paid by the investor to implement the bear put spread strategy. If the closing price is less than $30 upon expiration, a profit of $200 is made. However, the profit is calculated as $500, based on the difference between the two strike prices.

The primary advantage is to minimise the risk of the trade. If the put option is sold at a lower strike price, it can offset the purchase cost of the put option at a higher strike price. Hence, it is found that the net capital outlay is less than purchasing a single put outright.

The strategy also helps in risking less compared to shorting the stock. Selling a stock short is feared to have an unlimited risk the stock moves higher.

Consider Levi Strauss & Co. stock is being traded at $50 on 20th October 2019, just ahead of the winter. An investor believes the jeans market of the company may not thrive and could witness a mild depression. He purchases forty puts at a strike price of $4, and a $30 put that is priced at $1. The expirations of the two contracts are the same, 20th November 2019. The cost incurred for buying $40 put and selling $30 would be $3 ($4 - $1).

Now, let us say the stock closes above $40 on the expiry date. He will suffer a loss of just $3. If the closing is below or at $30, his paper profit will be $7-$10. However, it is not to forget he needs to subtract $3 for the other trade. He may also need to pay a commission to the broker. The break-even price here is $37, which is the subtraction of the higher strike price with the net debt of the trade.
