Basic Earnings Per Share (EPS)

The basic earnings per share (EPS) helps in knowing the allotment of a companys turnonver to shares of company stock. Investors can collect the information from the income statement of the company. It is highly informative for businesses which have just common stocks in their capital structures.

Basic Earnings Per Share (EPS) Explained

Basic earnings per share (EPS) is considered one of the first measurements of performance an investor usually checks while analysing the financial health of a company and understanding the ability to turn a profit. It is an industry-standard measurement to know the stability of a company in the recent past.

However, it is just a rough profit measurement allocated to each share of common stock. The business houses, which have simple capital structures and are equipped with just common stock, release the ratio to let investors know its profitability.

It must be noted that the EPS does not factor in the convertible securities' dilutive effects.

The basic EPS is calculated by subtracting the net income with preferred dividends and dividing the result with the average of company shares.

Investors should note that the breakup of net income is the total Profit and loss and the continuing operations Profit and loss. Moreover, the preferred dividends need to be removed as this is not available for common stockholders.

Basic EPS may not work perfectly or is not preferred if a firm has a complex capital structure. Under such circumstances, the diluted EPS can be considered as a more precise metric.

Under diluted EPS, all the outstanding dilutive securities that can be exercised are considered. It helps in knowing how the actions may affect earnings per share.

The companies with a complex capital structure need to report the basic and diluted EPS to reveal an accurate earnings picture.

  • Deducting the taxes and expenses, a company announces net income of £100 million and issues preferred dividends of £23 million. It means the earnings to common stock is £77 million. At the start of a year, there were 100 million outstanding shares. In the second half of the year, it issued 20 million additional common shares. It resulted in a weighted average number of 110 million. The calculation is as follows:
  • 100 million during first half + 120 million of the second half = (100x0.5) + (120x0.5) = 110.
  • Then divide the earnings to common shareholders, and by the weighted average, the number is £77 million. It means the outstanding common shares give back EPS is £20.7.
  • EPS Impact

    There are several earnings per share. A higher EPS means the stock price may appreciate with the increase in earnings based on each share. However, it does not mean greater earnings are being generated.

    NIt must however be noted that the basic EPS may move higher even if the absolute earnings drop.

    The measurement of basic EPS differs from the diluted EPS. The potentiality of current common shareholders being diluted in the future is greater.
