Balance of Trade, also known as BOT, can be defined as the value difference between the exports and imports for a given period. Balance of Payment which can be positive or negative is directly tied to the Balance of Trade (BOT). If a country loses money from its trade, it will ultimately have to face problems related to the balance of payments sooner or later.
Sometimes, countries try to separate the balance of trade related to goods and services. If you think about it, both the goods and services can be put in the same bracket, but once again, the countries who try to give separate figures have their reasons for doing so.
The term BOT is also called trade balance, net exports, international trade balance, and so on.
Subtract the value of exports from the value of imports, and you will get the Balance of Trade figure. For example, if a country's exports are worth $10 billion while its imports are worth $5 billion, they will have a trade surplus of almost $5 billion.
If a country's export is worth $20 billion, but its import value is around $30 billion, it means that the country faces a trade deficit of -$10 billion. Since the country is losing money on trade, it will also affect the Balance of Payment as that $10 billion will have to be paid through other means.
You earn $2000 per month through your job, but you spend $3000 per month. As you can see, you are spending more money than what you are earning. As a result, you will have to make up for that $1000 through other means: It could be from your savings, selling stuff etc.
On the other hand, if you earn $2K per month, but you spend less per month, you will have surplus cash. As a result, you do not have to take out any loan or tap into your savings. Instead, you will start to save money month after month.
Sometimes, it is far more difficult to have a positive balance of trade. In fact, in many countries, a known and certain fact is that a trade deficit will occur. If we look at the United States, the trade deficit is not a new phenomenon. It has been around since the 1970s, which is a lot of years. On the other hand, some countries such as China are consistently recording a trade surplus. These countries have managed to grow their trade surplus year after year.
During the pandemic, the world faced a reduced global trade, but it also didn't stop China from increasing its trade surplus. During July 2020, a trade surplus of $110 billion was recorded in manufactured goods based on $230 billion exports.
This tells us that China is exporting more in value than what it is importing. On the other hand, it seems that the US economy is heavily reliant on its imports and have to suffer a trade deficit year after year.
Does this mean that one can use the trade surplus as an economic metric to gauge the health of an economy? Well, it is not so simple - One has to consider additional factors such as business cycle and so on. During periods of recession, authorities may try to increase the pace of job creation to boost the demand in the economy. As a result, the country may start to increase its imports to control the prices of items. This strategy may limit inflation, but it disturbs the balance of trade and payment.
Sometimes, a country may make up for the trade deficit through other means and sources of income. But some countries do not have enough means to make up for the trade deficit. In that instance, these countries have to take loans to keep the current cycle going. The only way for such countries to get out of the vicious cycle of trade deficit is to increase their exports while also lowering the imports.
