With Average True Range, you can measure the market volatility. It is commonly abbreviated as ATR and works on the analysis by decomposing the complete range of prices of an asset in any given period.
Introduced by J. Welles Wilder, the Average True Range usually considers a price range of fourteen days.
It takes the greatest of the current high less the current low, as well as the absolute value of present high and low less the earlier close.
The author further explains in his book titled "New Concepts in Technical Trading Systems" that the Average True Range is basically used in the commodities markets but currently is also useful in stocks and indices.
Although fourteen days period is required the shorter period can be taken. In a longer period case, higher probability results can be calculated while generating fewer trading signals.
As an example a short-term trader wants to analyze stock volatility over a period of just five days.
He can do so by calculating the Average True Range of five days.
If the price data is in reverse chronological order, he will get the highest of the absolute value of present high, less the present low, the absolute value of present high less the earlier close as well as the absolute value of present low less the earlier close.
The above calculation is done for the latest five days and thereafter an average is wrapped up to find the first value of the 5-day Average True Range.
The high volatile stock has a high Average True Range and vice versa. Market analysts use the calculation to either enter or exit a trade.
The author had developed the tool to help traders to measure daily asset volatility with more accuracy. However although price direction is not indicated this measures such volatility that is caused by the gaps as well as the limit up or limit down moves.
According to experts, the Average True Range is easy to calculate and the only thing required is the historical price data.
It is further revealed that the calculation is mostly required for an exit method irrespective of what entry decision is taken.
There is one good technique besides this called Chandelier exit and places trailing stop when the stock reaches the highest high since the entry. Some define this as Average True Range.
Let us further explore this with an example.
The trader can subtract three times the Average True Range value from the highest high from the time he has taken an entry to the trade.
Traders also use the calculation to find the required trade size to put in the derivatives markets.
If the first value of the mentioned period in the above example is calculated at 1.41 while the true range of sixth say is 1.09.
Here, the subsequent Average True Range value can be reached by multiplying the earlier value of the Average True Range by the number of days less one first and thereafter by adding the true range for the present period to the asset. You would then divide the calculated sum by selecting the period.
Let us say, the second value of Average True Range could be 1.35, or (1.41 x (5-1) + (1.09)) / 5. This same formula is to be repeated for the entire timeframe.
